SEMTECH CORP annual report, FY2023

Semtech Corporation (SMTC) — FY2023 Form 10-K

Reporting period: Fiscal year ended January 29, 2023 (52 weeks), compared with fiscal year ended January 30, 2022. This is an annual filing, not a standalone Q4 report; quarterly results are not clearly provided in the supplied filing text.

Business context and major events

Semtech designs and sells analog and mixed-signal semiconductors and IoT systems and connectivity services. On January 12, 2023, it completed its all-cash acquisition of Sierra Wireless for approximately $1.3 billion, expanding its cellular IoT modules, routers, gateways, and managed connectivity businesses. Sierra Wireless contributed $15.0 million of revenue and a $52.4 million net loss from closing through year-end; that loss included $45.7 million of accelerated share-based compensation expense. The acquisition’s purchase-price allocation remained preliminary at year-end.

Semtech also sold its high-reliability discrete diodes and assemblies business in May 2022 for $26.2 million net of cash disposed, recording an $18.3 million gain.

Financial performance

MetricFY2023FY2022
Net sales$756.5 million$740.9 million
Gross profit / gross margin$478.6 million / 63.3%$461.1 million / 62.2%
Operating income$92.8 million$145.0 million
Net income attributable to common stockholders$61.4 million$125.7 million
Diluted EPS$0.96$1.92
Operating cash flow$126.7 million$203.1 million
Cash used in investing activities$1,247.3 million$40.3 million
Cash provided by (used in) financing activities$1,076.5 million($152.1 million)

Sales rose 2%, but operating income and net income fell substantially. Operating expenses increased 22% to $385.8 million, including acquisition-related costs, accelerated equity compensation, and $12.0 million of restructuring charges; the $18.3 million divestiture gain partly offset expenses. Interest expense increased to $17.6 million from $5.1 million, including a $7.3 million debt commitment fee and costs associated with acquisition financing. The effective tax rate was 22.0%, compared with 11.0%.

By end market, infrastructure sales increased 9% to $287.3 million, industrial sales increased 21% to $310.8 million, and high-end consumer sales fell 28% to $158.4 million. By reportable segment, Signal Integrity sales rose 4% to $304.1 million; Advanced Protection and Sensing fell 23% to $236.9 million; IoT System rose 47% to $210.3 million; and IoT Connected Services recorded $5.2 million, including post-acquisition activity. The filing attributes IoT System growth mainly to LoRa-enabled products and the decline in Advanced Protection and Sensing mainly to weaker proximity-sensing and consumer-product sales.

Liquidity, debt, and capital allocation

At January 29, 2023, cash and cash equivalents were $235.5 million, current assets were $722.8 million, and current liabilities were $396.9 million. Semtech reported $1.3645 billion of principal debt outstanding: $895.0 million of term loans, $150.0 million drawn on its revolving facility, and $319.5 million of convertible notes. The revolving facility had $450.0 million of undrawn capacity. The balance sheet reported long-term debt, net of issuance costs and current portion, of $1.297 billion. Cash flow from operations was $126.7 million; acquisition spending drove most of the $1.247 billion investing cash outflow.

The term loans mature in January 2028 and carry variable-rate exposure, partly hedged on $450 million of term debt. The 1.625% convertible notes mature in November 2027. A February 2023 credit amendment subsequently provided covenant relief for specified test periods and increased applicable loan margins during that relief period. Semtech said it was in compliance with its credit covenants at fiscal year-end. It repurchased $50.0 million of shares in FY2023; $209.4 million remained authorized. No cash dividends were paid.

Outlook, commentary, and risks

Management guided to first-quarter FY2024 net sales of $230 million to $240 million, citing continued macroeconomic uncertainty. It expected FY2024 gross profit to benefit from favorable mix of higher-margin products and anticipated easing supply constraints for some products, while continuing to align inventory with demand. Management’s longer-term strategy centers on combining LoRa and cellular connectivity and pursuing growth in IoT and high-bandwidth infrastructure markets; the filing cautions that design wins do not guarantee orders or revenue.

  • Acquisition execution: Integration, realization of expected synergies, retention of personnel, and completion of purchase accounting remain important uncertainties. Sierra Wireless represented 59% of consolidated assets but only 2% of FY2023 revenue at year-end; its internal controls were excluded from management’s assessment and the auditor’s ICFR audit.
  • Debt and covenants: Acquisition financing materially increased leverage, interest costs, and sensitivity to rates. Covenant relief and higher borrowing margins underscore the need to monitor compliance and repayment capacity.
  • Customer and geographic concentration: China (including Hong Kong) represented 53% of FY2023 sales. Three customers each represented 11%–16% of sales, and distributors accounted for 85% of sales.
  • Supply and demand: Reliance on a limited number of mostly overseas foundries and contractors, semiconductor cyclicality, falling selling prices, order cancellations, and potential excess or obsolete inventory may affect results.
  • Legal and environmental matters: Acquired Sierra Wireless entities face Denso claims alleging more than $84 million in damages and Harman claims alleging approximately $16 million; both matters were at an early stage and Semtech could not estimate the likelihood or range of loss. A separate California remediation matter had a remaining estimated probable-loss range of $1.8 million to $3.3 million; $1.8 million was accrued.
  • Other exposures: Export controls and trade tensions, foreign exchange and interest rates, cybersecurity and data privacy, tax uncertainty, and financial-institution disruption are identified risks. Semtech said it did not expect the SVB closure to materially affect liquidity, while noting access to credit could not be assured.

Most important facts for investors to verify

  • How Sierra Wireless performs after acquisition, whether expected synergies materialize, and how the final purchase-price allocation affects goodwill and amortization.
  • Debt balances, leverage and covenant headroom after the February 2023 amendment, including the effect of higher borrowing margins and interest rates.
  • Whether quarterly sales guidance is achieved and whether demand, inventory reserves, and gross margins improve as management anticipated.
  • The durability of customer and China-related sales, distributor relationships, and supply-chain access amid export restrictions and industry volatility.
  • Developments in the Denso and Harman litigation and the ultimate cost of environmental remediation.
  • The effect of acquisition-related and other unusual charges on underlying operating performance and cash generation.
