Changes versus the prior year

  • Revenue fell 13%, with declines across all end markets: communications 24%, enterprise computing 21%, industrial 11%, and high-end consumer 11%.
  • Management attributed weaker sales principally to China demand and geopolitical headwinds, including U.S. export restrictions and tariffs; communications also faced slower 4G-to-5G conversion and enterprise computing saw lower PON demand.
  • Gross margin increased 1.4 percentage points, but operating margin and earnings fell substantially as lower sales combined with higher SG&A and the absence of prior-year favorable items.
  • FY2019 net sales included a $21.5 million Comcast warrant-related reduction; FY2020 had no such charge. FY2019 also included a $9.8 million benefit from adopting ASC 606. These items affect year-over-year comparability.
  • Operating cash flow declined to $118.6 million, including a $9.3 million increase in inventory. Capital expenditures rose to $23.1 million from $17.1 million.

Outlook, risks, and unusual items

  • Management forecast FY2021 first-quarter net sales of $125 million to $135 million and expected gross margin to remain consistent with FY2020. It expected China-related softness and broader macroeconomic concerns to persist near term.
  • COVID-19 was identified as an emerging uncertainty that could disrupt customer demand, suppliers, subcontractors, logistics, and operations; the filing said its duration and impact could not then be determined.
  • China, including Hong Kong, represented 53% of FY2020 sales; Asia-Pacific represented 77%. Foreign sales were 91% of total sales. Distributor channels accounted for 72% of sales, and customers generally could revise or cancel purchase orders.
  • Customer concentration and supply-chain exposure are significant: two named customers each represented 11% or more of sales, and the company depends on a limited group of foundries and overseas assembly and test providers.
  • Huawei export restrictions were in effect; Huawei accounted for less than 10% of FY2020 net sales. Further trade restrictions, tariffs, or retaliation could affect sales, costs, or competitiveness.
  • FY2020 income-tax provision was $12.8 million, an effective rate of 28.7%, versus $0.4 million and 0.5% in FY2019. Management cited an intra-entity asset-transfer gain and finalized U.S. transition-tax regulations among the drivers. $547.9 million of foreign earnings was designated for indefinite reinvestment.
  • The company refinanced its credit facility in November 2019, extending maturity to November 2024. Debt was variable-rate at year-end; after year-end it entered a three-year interest-rate swap covering $150 million, at a stated fixed interest rate of 1.9775% based on its then-current leverage ratio.
  • FY2020 included $1.2 million of investment impairments and $2.2 million of restructuring expense. A $1.5 million environmental reserve remained for remediation at a former California site; management estimated probable loss of $5.9 million to $7.5 million and recorded the minimum because it could not identify a best estimate.
  • The company corrected immaterial share-based-compensation errors in the comparative financial information. It also identified and remediated a material weakness in controls over evaluating new or unusual transactions during FY2020; management and the auditor concluded controls were effective at year-end. The auditor issued unqualified opinions on the financial statements and internal control.

Key facts for investors to verify

  • Whether sales, bookings, and demand in China and the communications and enterprise-computing markets recovered after the filing’s near-term outlook.
  • How export controls, tariffs, and the COVID-19 disruption affected customer demand, manufacturing capacity, and the supply chain.
  • Whether the FY2020 gross-margin improvement can be sustained despite lower revenue, price erosion, and product-mix changes.
  • Cash generation, inventory levels, repurchases, and debt covenant headroom; year-end borrowings were $197 million against $600 million of facility capacity.
  • Whether the Swiss tax holiday and foreign-earnings plans, including the $547.9 million indefinitely reinvested balance, remain achievable without materially higher taxes.
  • Progress on the environmental remediation and the remaining Cycleo earn-out, as well as continued effectiveness of the remediated financial-reporting controls.
