Business context and financial performance

Semtech designs and sells analog and mixed-signal semiconductor products for enterprise computing, communications, high-end consumer and industrial markets. Its semiconductor products account for virtually all sales.

  • Cash flow, first nine months: Operating cash flow was $67.6 million, compared with $94.5 million. Investing used $55.1 million, including $44.4 million for acquisitions; financing used $50.5 million. Cash declined $38.0 million to $192.4 million.
  • Liquidity and debt, October 25: Current assets were $339.8 million and current liabilities $95.9 million. Cash and cash equivalents were $192.4 million; debt carrying value was approximately $262.4 million, implying net debt of about $70.0 million. The company reported covenant compliance. Its $250 million revolving facility had $181.0 million outstanding.

Changes, outlook and management commentary

  • Management attributed the sales decline chiefly to weaker high-end consumer demand, especially from Korea-based smartphone manufacturers, and continued reductions in demand for 40Gbps and 100Gbps SerDes products. High-end consumer sales fell to $31.1 million from $51.3 million.
  • Fourth-quarter fiscal 2016 sales guidance was $113 million to $119 million. Management expected gross margin to decline slightly from Q3 as inventory-reduction efforts lower cost absorption, and SG&A to rise partly because Q4 is a 14-week quarter. Management said the Q4 tax provision could remain volatile.
  • A worldwide workforce reduction affecting approximately 8% of employees was completed in Q3. Restructuring charges totaled $4.5 million for the first nine months; management expects approximately $20 million in annualized operating-expense reductions after full implementation.
  • The Triune acquisition added $49.4 million of goodwill. A $14.2 million Q3 gain from revaluing contingent earn-out obligations reflected a significant reduction in forecast Triune revenue; this noncash gain materially benefited reported operating results. The recorded Triune earn-out fair value was $2.8 million at quarter-end, down from $16.9 million at July 26.
  • Repurchases totaled $57.3 million in the first nine months, for 2.68 million shares; $62.7 million of authorization remained at quarter-end. Debt repayments totaled $26.1 million during the period.
  • The environmental remediation liability for the Newbury Park site was recorded at the $5.3 million low end of a probable-loss range of $5.3 million to $7.5 million; the ultimate cost remains uncertain. The Intrigo ERP dispute was settled for an immaterial amount.
  • Controls update: management said disclosure controls were effective and that inventory-reserve controls had been implemented to remediate a previously reported material weakness. However, testing of all key controls in the newly implemented ERP system was not complete.

Key risks and items to verify

  • Whether smartphone and SerDes demand stabilizes, and whether Q4 sales meet the $113 million to $119 million outlook.
  • How much reported operating performance depends on noncash earn-out remeasurement gains, restructuring costs and other unusual items.
  • Whether expected $20 million annualized savings are achieved without impairing product development or growth.
  • Debt levels, variable-rate exposure and covenant headroom: a 100-basis-point rate increase was estimated to reduce annual net income and cash flows by approximately $2.6 million.
  • Potential changes to the environmental remediation estimate and the outcome of the ongoing tax audits. Net unrecognized tax benefits were $8.4 million; IRS audits for fiscal 2012 and 2013 were expected to close within 12 months.
  • Execution and control risks from the ERP transition, as well as reliance on foreign suppliers, distributors and Asia-Pacific demand. China represented 45% of Q3 sales; Samsung and affiliates represented 7%.
