SEMTECH CORP annual report, FY2015

Semtech Corporation — FY2015 Form 10-K

Reporting period: Fiscal year ended January 25, 2015 (52 weeks). This is an annual report, not a standalone quarterly filing; fourth-quarter figures are noted separately below. Semtech designs and markets analog and mixed-signal semiconductors for consumer, communications, enterprise computing, and industrial markets.

Financial performance and liquidity

MetricFY2015FY2014
Net sales$557.9 million$595.0 million
Gross profit / margin$328.8 million / 58.9%$335.2 million / 56.3%
Operating income (loss)$42.3 million$(108.9) million
Net income (loss)$27.9 million$(164.5) million
Diluted EPS$0.41$(2.44)
Operating cash flow$106.2 million$118.0 million
  • Fourth-quarter FY2015 sales were $130.4 million, operating loss was $13.8 million, and net loss was $15.4 million. The comparable FY2014 quarter had sales of $126.5 million and net loss of $210.8 million, including substantial impairment charges.
  • FY2015 operating cash flow less capital expenditures was approximately $74.4 million; capital expenditures were $31.8 million.
  • At year-end, cash and cash equivalents were $230.3 million, working capital was $288.6 million, and total debt was approximately $253.3 million, including $18.5 million current and $234.7 million long-term. The company reported $158.0 million drawn on its revolving facility and $95.9 million in term loans; it was in compliance with its financial covenants.

Changes versus prior year

  • Sales declined 6%, chiefly due to a steep communications-market contraction as customers shifted away from Semtech’s 40Gbps and 100Gbps long-haul optical products. Communications sales fell 33%; enterprise computing sales rose 23%, supported by datacenter optical upgrades.
  • Gross margin increased to 58.9% from 56.3%. FY2014 included a $15.0 million inventory write-down and other alignment charges; FY2015 also included impairment and contract-settlement costs. Management said margins were similar excluding these charges.
  • Operating results returned to profit, largely because FY2014 included $116.7 million of goodwill impairment and higher intangible impairments. FY2015 recorded $11.6 million of intangible impairment and $1.3 million of restructuring expense.
  • Operating cash flow decreased to $106.2 million from $118.0 million. Debt payments totaled $43.7 million, and Semtech repurchased $40.9 million of shares during FY2015.

Outlook, management commentary, and notable matters

  • Management expected communications weakness to continue through FY2016, partly offset by datacenter upgrades, metro communications infrastructure, Chinese wireless-base-station demand, and IoT applications.
  • Management forecast first-quarter FY2016 gross margin of approximately 59.4%, quarterly operating-cost savings of approximately $1.6 million from restructuring, and FY2016 capital spending of approximately 5% of revenue. It also anticipated upward pressure on the tax rate.
  • FY2015 restructuring reduced investment in defense and microwave communications and further reduced long-haul optical investment. Semtech completed the $4.9 million EnVerv asset acquisition in January 2015. After year-end, it acquired Triune Systems for $45.0 million, including $35.0 million paid at closing, with remaining and contingent consideration; it expected to use its revolving credit line.
  • A full valuation allowance of approximately $75.5 million was recorded against U.S. and Canadian deferred tax assets, reflecting cumulative losses and uncertainty about realization. Approximately $499.3 million of foreign-subsidiary earnings had no U.S. or state tax provision because they were considered permanently reinvested offshore.
  • The company accrued $2.7 million for environmental remediation at a former California site; the estimated probable-loss range was $2.7 million to $5.7 million. An ERP implementation-related commercial dispute remained pending, with Semtech unable to assess the outcome.
  • Controls concern: Management and the auditor identified a material weakness in controls over review and documentation of inventory reserves. Management concluded internal control over financial reporting and disclosure controls were ineffective at year-end; the auditor issued an adverse opinion on internal controls but an unqualified opinion on the financial statements.

Key facts investors should verify

  • Progress and evidence of remediation of the inventory-reserve control weakness, including whether controls operate effectively in later filings.
  • Whether the communications downturn persists and whether growth in datacenter, industrial, wireless, and IoT markets offsets it.
  • Cash generation, debt reduction, revolver usage, covenant headroom, and funding of the Triune acquisition.
  • Realization prospects for deferred tax assets, future tax-rate changes, and potential tax costs if foreign funds are repatriated.
  • Final EnVerv purchase-price allocation, Triune contingent consideration, and the environmental and Intrigo dispute outcomes.
