Quarterly sales increased 9%; six-month sales rose 22%. Gross margin improvement reflected higher volumes and IP revenue and the completion of amortization of acquired-inventory fair-value adjustments; lower-margin product mix partly offset the gains. Q2 operating costs and expenses were $76.3 million, up 6% year over year. The six-month comparison also reflects a full six months of Gennum results in FY2014 versus partial inclusion in FY2013.
Cash and cash equivalents were $237.1 million at July 28, 2013, compared with $223.2 million at January 27, 2013; long-term investments were $4.9 million. Cash from operations was $58.4 million for the six months, while capital expenditures were $23.6 million. Total debt carrying value was approximately $300.5 million ($18.4 million current and $282.2 million long-term). The company reported $250 million of revolving commitments, of which $177.2 million was drawn at quarter-end; no letters of credit, swing-line loans, or multi-currency borrowings were outstanding. The filing states that the company complied with its financial covenants.
Material changes versus the prior comparable period
- Q2 net sales rose $14.3 million; communications sales declined, while enterprise computing, high-end consumer, and industrial and other sales increased.
- Gross margin rose 11.5 percentage points in Q2. Management attributed much of the year-over-year improvement to the nonrecurrence of acquired-inventory fair-value amortization.
- Q2 interest expense increased to $10.6 million from $3.4 million, including an approximately $8.8 million write-off of deferred financing costs and debt discount following refinancing. The new credit facilities replaced the prior facilities on May 2, 2013; the company also prepaid $26 million of term loans in June.
- Six-month operating cash flow improved to $58.4 million from $11.9 million. Cash increased by $13.9 million over the six months.
Outlook, risks, and unusual items
Management expected Q3 FY2014 revenue to decline from Q2, citing smartphone customer inventory reductions, seasonal softness in industrial applications, and delays in China infrastructure orders. Gross margin was also expected to decline due to lower volumes, unfavorable mix, and lower IP revenue. Operating costs were expected to decline with lower variable expenses and cost-reduction actions; Q3 interest expense was expected to be approximately $1.7 million. These are management expectations, not guarantees.
Unusual items include a $2.6 million impairment charge for acquired in-process research and development after the decision to discontinue microwave product development, and the debt-refinancing write-off noted above. The company held approximately $207.2 million of cash and cash equivalents at foreign subsidiaries. Sales and supply-chain exposures include substantial Asia-Pacific and China concentration: 72% of Q2 sales were attributed to Asia-Pacific, and China (including Hong Kong) represented 32%. Samsung accounted for 11% of Q2 sales; Samsung and Huawei together represented 23% of net receivables at quarter-end.
Contingencies include a Newbury Park environmental matter for which the company accrued $2.5 million, the low end of its estimated probable-loss range of $2.5 million to $5.7 million. Management said other pending legal matters were not expected to have a material adverse effect in aggregate, while noting litigation outcomes are uncertain. The company was under IRS audits for fiscal 2010 and 2011 and Canadian tax audits for fiscal 2010, 2011, and the period ended March 19, 2012; unrecognized tax benefits totaled $13.1 million. The company reported no material change to its previously disclosed risk factors and no material off-balance-sheet arrangements. On August 21, 2013, after quarter-end, it announced a further $50 million expansion of its share repurchase authorization; no shares were repurchased during the quarter.
Important facts for investors to verify
- Whether Q3 revenue and margin declines materialized, particularly given smartphone inventory actions and delayed China infrastructure orders.
- How much of the reported margin improvement is sustainable after acquired-inventory amortization ended, and the effect of product mix and IP revenue.
- Debt balances, refinancing costs, interest-rate exposure, and continued compliance with credit covenants; the company estimated a 100-basis-point rate increase would reduce annual net income and cash flow by about $1.2 million after hedging effects.
- Developments in the environmental assessment and remediation range, tax audits, and the use of the expanded repurchase authorization, alongside foreign-cash availability and customer/supplier concentration.
