Material changes versus FY2022
- Sales rose 14.0% ($34.1 million), supported by stronger demand across most markets and improving product deliveries as supply constraints eased. Currency translation reduced the year-over-year sales comparison by $11.5 million.
- Marine and propulsion systems sales increased 17.2%; land-based transmissions rose 12.5%; industrial products declined 7.2%. Manufacturing sales increased 12.2% and distribution sales increased 14.3%.
- Gross profit increased $5.5 million, but gross margin fell 1.5 percentage points. Higher volume and favorable mix helped, while inflationary costs reduced gross profit by approximately $3.7 million. FY2022 also included approximately $2.0 million of favorable COVID-relief benefits.
- Operating income improved to $16.1 million. Net income attributable to Twin Disc was slightly lower, reflecting higher taxes and a decline in other income, including currency-related effects. The effective tax rate increased to 26.2% from 14.5%.
- Operating cash flow improved by $31.2 million, mainly from earnings and increases in accounts payable and accrued liabilities; receivables also rose with sales. Inventory declined by $4.9 million during the second half of FY2023.
- Total debt fell by approximately $17.9 million. The six-month order backlog increased about 18%, to $119.2 million from $101.2 million.
Outlook, risks and unusual items
- Outlook: Management expects FY2024 capital expenditures of approximately $9–$11 million, primarily for equipment intended to improve efficiency, quality and costs. It believes cash, operating cash generation and credit availability will meet foreseeable needs; it also expects to contribute $0.6 million to defined-benefit pension plans in FY2024. No specific revenue or earnings guidance is provided.
- Debt and liquidity: The revolving facility runs through June 2025 and the term loan matures in March 2026. Covenants include a maximum total funded debt-to-EBITDA ratio of 3.50:1.00 and a minimum fixed-charge coverage ratio of 1.10:1.00. Borrowings are secured by substantially all personal property and certain subsidiary equity interests.
- Demand and execution risks: Management cites ongoing supply-chain constraints, cyclical marine and industrial markets, oil-and-gas exposure, inflation and commodity costs, tariffs and trade restrictions, foreign-exchange movements, and customer concentration. Racine, Wisconsin is the Company’s principal manufacturing location.
- Unusual items: A Belgian property sale generated a $4.2 million gain in FY2023. A LIFO inventory decrement reduced FY2023 cost of goods sold by $3.9 million. The Company also retrospectively changed its pension and postretirement actuarial-gain-and-loss accounting method: FY2022 net income attributable to Twin Disc increased by $2.4 million under the revised method, while the July 1, 2022 cumulative effect shifted $25.1 million from retained earnings to accumulated other comprehensive income, with no change to total equity.
- Contingencies: Product-liability litigation outcomes are not presently determinable, though management does not expect a material effect. The $8.2 million PPP loan was forgiven in 2021 but remains subject to SBA audit for six years after forgiveness; repayment or penalties remain possible if eligibility or compliance is found deficient.
- Other: A full domestic deferred-tax valuation allowance remained in place at $22.3 million. In the first quarter of FY2024, the Company agreed to sell certain assets, liabilities and legal relationships of its Italian boat-management business; the filing says the expected impact is not material.
Important facts for investors to verify
- Whether stronger backlog converts into shipments and revenue, given the filing’s warning that orders can be rescheduled or canceled and backlog is not a reliable shipping-rate forecast.
- Whether gross margins recover as supply constraints and inflationary costs evolve, and how much FY2023 profitability benefited from the LIFO decrement and property-sale gain.
- Whether operating cash flow remains strong as receivables, inventory, payables and accrued liabilities normalize.
- Current borrowing availability, covenant headroom and compliance under the secured credit agreement, particularly as maturities approach.
- The realization prospects for deferred tax assets, the status of the PPP audit exposure, and any material developments in litigation or customer concentration.
