Business context and reporting period

21Vianet Group, Inc. (21Vianet) filed this Form 20-F for the fiscal year ended December 31, 2016, not for the fourth quarter alone. It provides carrier-neutral data-center hosting and related services, alongside managed network services, in China. Financial statements are prepared under U.S. GAAP; amounts below are RMB unless stated otherwise.

Beginning in 2016, the company reported two segments: hosting and related services, and managed network services. CDN services moved from the hosting segment to managed network services in Q4; 2014–2016 comparative segment results were recast. The filing does not provide a clear standalone Q4 financial-results summary.

Management said working capital and available resources were sufficient for present requirements and anticipated cash needs over the following 12 months; this is management’s assessment, not a guarantee.

Material changes versus the prior comparable period

  • Revenue was nearly flat year over year (+0.2%), as hosting growth was largely offset by managed network-services contraction.
  • Gross margin fell 3.9 percentage points. Management cited lower managed network revenue, higher telecommunications costs, depreciation and utilities.
  • Operating loss widened by RMB556.0m. FY2016 included RMB392.9m of long-lived-asset impairment related to the last-mile wired broadband business and RMB117.6m of doubtful-debt allowance.
  • Adjusted EBITDA declined RMB296.5m. Adjusted measures exclude specified items and are not U.S. GAAP substitutes.
  • Operating cash flow fell RMB133.2m. Restricted cash rose from RMB195.2m to RMB1.964bn (current portion), while cash and cash equivalents declined.
  • The company issued shares to Tus-Holdings for US$388m cash consideration; Tus-Holdings held approximately 21.4% of equity and 51.0% of voting power immediately after the transaction.

Outlook, commentary, risks and unusual items

  • Investment plans: Management estimated 2017 data-center capital expenditures of RMB600m–RMB800m, primarily for self-built data centers and network and other equipment. It also planned to expand cabinet capacity and its optical-fiber network, without providing a clear cabinet-addition target.
  • Warburg Pincus: In March 2017, after year-end, the company agreed to form a multi-stage joint venture. It planned to contribute four existing data-center assets valued at more than US$300m; ownership differs between the initial assets and future projects. Benefits and execution remain uncertain.
  • Debt and covenants: The company repurchased 78.97% of the 2017 Bonds in August 2016, leaving RMB420.6m principal outstanding. It incurred RMB29.8m of debt-extinguishment loss. It had breached an Adjusted EBITDA-to-interest covenant for the first half of 2016; bondholders approved amendments and waivers in September. The remaining bonds were due in June 2017.
  • Asset and credit quality: The RMB392.9m impairment comprised RMB238.1m for property and equipment and RMB154.8m for intangible assets. The company also fully allowed for a long-outstanding receivable from a state-owned-enterprise client, while retaining a possibility of future collection.
  • Operating risks: China Telecom and China Unicom reduced bandwidth supply in 2016, adversely affecting CDN and network services. The company also cited competition, pricing pressure, power availability and costs, construction and capacity-utilization risks, and dependence on third-party carrier facilities and bandwidth.
  • Regulatory and structural risks: Most China operations depend on contractual VIE arrangements rather than direct ownership. The filing highlights uncertainty over PRC regulatory interpretation, licensing and foreign-investment rules. Certain entities were still applying for licenses relevant to CDN or internet-resource-coordination services; the Cyber Security Law was scheduled to take effect June 1, 2017.
  • Contingencies: A consolidated putative shareholder securities class action remained at a preliminary stage, with a dismissal motion pending. The company said it could not estimate a possible loss or range of loss.
  • Other disclosure: The company reported no planned dividends for the foreseeable future. Management and the auditor concluded internal control over financial reporting was effective as of December 31, 2016; the auditor issued an unqualified opinion on the financial statements.

Most important facts an investor should verify

  • Whether the remaining 2017 Bonds were repaid or refinanced at maturity, and the current status of bank debt, capital leases, pledged assets and covenant compliance.
  • How much of the RMB1.997bn restricted cash is available for operations, and the terms and release conditions for the associated restrictions.
  • Whether the 2017 capital-expenditure plan and purchase commitments were funded without further material dilution or liquidity strain.
  • Whether managed network revenue and margins stabilized, and whether the broadband-related impairment or doubtful-debt provisions led to further charges or collections.
  • Progress on telecom licenses and the VIE structure, the Warburg Pincus joint venture, and the shareholder litigation.
  • Reconcile reported segment and non-GAAP figures with the audited statements; confirm the impact of the 2016 impairment and contingent-consideration fair-value changes.
