Cost of goods sold declined to 61.9% of sales from 65.8%, principally due to savings from the St. Helens plant closure, the absence of accelerated depreciation and stronger price realization. SG&A increased to $174.3 million from $159.0 million, primarily because of litigation and acquisition-related expenses.
Mineral Fiber sales were $826.6 million, up 3.1%, with operating income of $289.6 million, up 29.4%. Architectural Specialties sales were $211.5 million, up 21.8%, while operating income increased 4.7% to $35.9 million. WAVE equity earnings were $96.6 million, including approximately $20.6 million of AWI's share of WAVE's gain on the divestiture of its international businesses.
Balance sheet, debt and liquidity
- Cash and cash equivalents were $45.3 million at December 31, 2019, compared with $325.7 million at year-end 2018.
- Principal debt outstanding was $615.0 million; reported long-term debt, net of financing costs and current maturities, was $604.5 million.
- AWI refinanced its senior credit facility in September 2019 with a $500.0 million Term Loan A and a $500.0 million revolving facility, extending maturity to September 2024 and reducing the applicable LIBOR spreads.
- Revolving borrowings were $115.0 million and Term Loan A borrowings were $500.0 million at year-end. AWI was in compliance with all debt covenants.
- Available financing and letter-of-credit capacity totaled $199.8 million, including $150.0 million under the revolving facility.
- Total shareholders' equity increased to $364.9 million from $226.0 million, despite $131.3 million of share repurchases and $35.6 million of dividends paid.
- AWI believes cash on hand, operating cash flow and available credit will meet foreseeable liquidity needs.
Material changes versus the prior comparable period
- Sales growth reflected approximately $44 million of favorable average unit value and $19 million of higher volume; Mineral Fiber experienced softer demand for lower-end products, partially offset by stronger higher-end demand.
- Architectural Specialties benefited from the full-year effect of 2018 acquisitions, the ACGI and MRK acquisitions, expanded offerings, market penetration and new construction activity.
- Operating income benefited from pricing, mix, plant-closure savings and higher WAVE earnings, but was reduced by lower Mineral Fiber volume and $19.7 million of Rockfon litigation expenses.
- Operating cash flow declined because of working-capital changes and lower environmental insurance receipts.
- Cash investing activity changed from $309.6 million provided in 2018 to $89.1 million used in 2019, primarily because 2018 included $330.0 million of Knauf proceeds while 2019 included payments to Knauf, payments to WAVE and acquisition spending.
- AWI repurchased approximately 1.5 million shares for $131.2 million in 2019. The remaining authorization under the $700.0 million program was approximately $138.2 million at December 31, 2019.
- AWI corrected an immaterial previously reported error related to the estimated loss on the Knauf sale, increasing the 2017 estimated loss by $35.2 million and reducing previously reported 2017 and 2018 equity and assets.
Guidance, outlook, risks and unusual items
The filing does not provide clear quantitative 2020 revenue or earnings guidance. Management expects demand to remain linked to commercial and residential construction, renovation activity, project timing, customer preferences and macroeconomic conditions. A Mineral Fiber and grid price increase was announced for the first quarter of 2020.
- On February 20, 2020, AWI entered into an agreement to transfer approximately $1.0 billion of retiree pension obligations covering approximately 10,000 retirees to insurance companies. Management expected a non-cash partial settlement charge of approximately $350 million to $400 million in the first quarter of 2020; the transaction was subject to customary closing conditions.
- U.S. pension assets exceeded obligations by $47.0 million at year-end, while unfunded postretirement benefit liabilities were $77.5 million.
- The Rockfon antitrust litigation was settled and dismissed with prejudice. AWI denies wrongdoing and does not expect additional costs from the matter.
- Environmental matters remain pending at Macon, Georgia, and Elizabeth City, North Carolina. Recorded environmental liabilities were $1.6 million, but ultimate costs could exceed recorded amounts and may be material to individual periods.
- Key risks include construction-cycle weakness, intense competition and pricing pressure, raw-material and energy costs, customer concentration, dependence on WAVE, debt covenant and interest-rate exposure, cybersecurity, environmental and litigation liabilities, labor matters, tax-asset realizability and acquisition integration.
- Two commercial distributors individually exceeded 10% of consolidated gross sales; combined 2019 gross sales to those customers were $428.7 million. Approximately 73% of consolidated sales were to distributors.
Important facts for investors to verify
- Reconcile continuing-operations performance with discontinued operations and the final post-closing adjustments related to the Knauf transaction.
- Assess the effect, timing and accounting treatment of the expected $350 million to $400 million pension settlement charge in 2020.
- Review debt maturities, variable-rate exposure, interest-rate swaps, covenant headroom and the planned renewal or amendment of the $36.2 million receivables securitization facility.
- Evaluate whether Architectural Specialties growth and acquisition synergies offset project timing, sourced-product dependence and integration costs.
- Monitor construction-market conditions, lower-end Mineral Fiber demand, pricing realization and raw-material and energy inflation.
- Assess potential environmental remediation costs, insurance recoveries and tax-related contingencies that are not fully reflected in current liabilities.
