Outlook, management commentary and risks

Management attributed the sequential revenue decline of 8.5% from Q4 FY2013 partly to normal first-quarter seasonality in customer procurement and network deployments. It expects operating expenses to increase in fiscal 2014 from fiscal 2013 levels to support business growth and research and development. The filing gives no specific revenue or earnings guidance. Management believes available cash, cash equivalents and investments will meet operating, capital expenditure and other liquidity needs for at least the next 12 months.

Management cited demand for high-capacity converged networks, particularly in North America, as a growth opportunity, while noting intense competition, pricing pressure and uncertain market conditions. Key risks include dependence on a small number of large service-provider customers, customer spending volatility, supplier and contract-manufacturer constraints, inventory obsolescence, foreign-exchange exposure, and substantial convertible-note obligations. Inventory increased to $284.1 million; the quarter included a $5.4 million obsolescence provision and an $8.0 million warranty provision.

Ciena disclosed an India tax assessment received in February 2014 relating to 2009, with possible exposure up to $3.5 million; it had accrued $0.4 million and had appealed. A patent lawsuit by Graywire remained stayed. The company said it did not expect ordinary-course legal matters to have a material effect. A conditional Ontario grant may be subject to recoupment if specified investment, employment or project milestones are not met.

Important facts for investors to verify

  • Whether strong growth in Converged Packet Optical offsets continuing declines in Optical Transport and weakness in other segment profits.
  • Whether receivables, inventory and working-capital usage normalize, and whether the finished-goods build supports shipments without further obsolescence charges.
  • How foreign-exchange movements, warranty costs and competitive pricing affect margins and earnings.
  • The company’s ability to manage approximately $1.2 billion of convertible-note carrying value, including the 2015 notes’ maturity and the related credit-facility early-maturity provision.
  • The outcome of the India tax appeal and compliance with Ontario grant milestones.
