Quarterly sales were up 0.2% on a constant-currency basis; currency translation reduced sales by $5.6 million. For the nine months, constant-currency sales declined 3.7%. Quarterly operating improvement reflected lower costs, favorable mix, restructuring benefits and expense controls. Year-to-date profitability was pressured by lower sales and fixed-cost under-absorption, foreign exchange, restructuring and higher interest expense.

Segments: Third-quarter Engine Products sales fell 2.9% to $357.3 million, while Industrial Products rose 3.1% to $214.0 million. Nine-month sales declined 8.2% and 6.7%, respectively. Engine Products weakness was concentrated in off-road and on-road markets; Industrial Products’ quarterly growth included Gas Turbine Systems and Industrial Filtration Solutions.

Cash flow, balance sheet and liquidity

  • Nine-month operating cash flow was $201.9 million, up from $161.4 million, primarily due to favorable year-over-year working-capital changes despite lower net earnings. Investing activities used $44.3 million; financing activities used $101.5 million.
  • Cash and equivalents were $247.4 million at April 30, 2016, versus $189.9 million at July 31, 2015; short-term investments were zero. Current liabilities were $523.7 million.
  • Long-term debt was $391.8 million and short-term borrowings were $213.2 million. The company reported approximately $463.7 million of unused credit lines and compliance with debt covenants. Management said resources and operating cash flow should fund operations for the next 12 months.
  • Nine-month uses of cash included $59.4 million of capital investment, $67.9 million of dividends and $68.0 million of share repurchases. The quarterly dividend was increased to $0.175 per share, payable June 29, 2016.

Outlook, commentary and material risks

  • Fiscal 2016 adjusted EPS guidance was narrowed to $1.53–$1.59; GAAP EPS was expected to be about $0.08 lower because of restructuring and investigation-related costs. Sales guidance was approximately $2.225 billion, about 6% below the prior year; excluding an estimated $80 million currency headwind, local-currency sales were expected to decline about 3%.
  • Management projected adjusted operating margin of 12.9%–13.3%, interest expense of $21 million, an effective tax rate of 25%–26%, and repurchases of up to 2% of outstanding shares.
  • Fiscal 2016 restructuring charges totaled $12.6 million through April 30. Management continued to expect approximately $33 million in annual pretax savings from the 2016 actions.
  • Gas Turbine Systems faced project deferrals and softer demand for large turbines; Donaldson said it would be more selective about large projects and focus on innovative products and aftermarket growth. The annual goodwill assessment found fair value above carrying value, but the business’s valuation depends on forecast assumptions.
  • Disclosure controls were deemed ineffective because a material weakness in European Gas Turbine Systems revenue-recognition controls persisted. The weakness had led to revision of fiscal 2015 interim statements following inappropriate acceleration of revenue. Management reported implementing remedial controls and training, but said effectiveness must be tested over time before the weakness can be considered remediated.
  • Other items to monitor include $16.8 million of unrecognized tax benefits and $2.0 million of related accrued interest and penalties; potential tax cash outflows of $18.8 million including interest and penalties; and the guarantee of half of an unconsolidated joint venture’s $23.9 million debt. No material litigation or warranty impact was expected by management.

Material changes versus the prior comparable periods

Quarterly earnings and diluted EPS increased despite slightly lower reported sales, supported by improved gross and operating margins and a lower effective tax rate. Nine-month sales, operating income, net earnings and diluted EPS declined. The nine-month tax rate fell to 24.9% from 27.9%, partly due to a $3.0 million benefit from favorable tax-audit settlements and a favorable earnings mix. The fiscal 2015 comparison includes revised figures: the prior-year quarter’s sales were revised upward by $7.6 million, while prior-year nine-month sales were revised downward by $0.8 million.

Important facts for investors to verify

  • Whether the European Gas Turbine Systems revenue controls operate effectively and the material weakness is fully remediated.
  • Progress against fiscal 2016 sales, adjusted EPS and margin guidance, including currency effects and restructuring savings.
  • Demand, project timing, receivables and valuation assumptions for Gas Turbine Systems, given deferrals and goodwill sensitivity.
  • Recovery in off-road and on-road markets and whether aftermarket growth continues to offset OEM weakness.
  • Resolution and timing of tax audits and other contingent obligations.
