Changes, outlook, and commentary

  • FY2014 sales and earnings recovered from FY2013 declines, but results varied by market and region. Replacement-filter demand was strong; OEM first-fit markets were mixed. Europe grew, while Asia sales declined.
  • Backlog at July 31, 2014 was $748.2 million, up 4.5% year over year. Management cautions that backlog is not necessarily indicative of future sales.
  • FY2015 outlook, excluding the pending Northern Technical acquisition: sales of $2.57–$2.67 billion, operating margin of 14.1%–14.9%, tax rate of 27%–30%, and diluted EPS of $1.81–$2.01. Forecast operating expenses include about $10 million of incremental costs for the Global ERP Project and growth initiatives.
  • Management forecast FY2015 operating cash flow of $260–$300 million and capital spending of $90–$100 million, and planned repurchases of 2%–4% of outstanding shares.
  • After year-end, Donaldson agreed to acquire Northern Technical L.L.C., a gas-turbine filtration manufacturer; closing was expected in the first quarter of FY2015, subject to customary conditions. The forecast excludes the acquisition’s impact.

Risks, contingencies, and unusual items

  • Key risks include global economic and industrial demand, currency movements, commodity costs, pricing competition, product mix, international political and regulatory exposure, and dependence on continued product innovation.
  • Management highlighted technology-related risks, including reduced hard-disk-drive demand as flash memory gains use, alternative filtration technologies, and potential changes in engine technology. Cybersecurity and the multiyear Global ERP rollout also pose operational and control risks.
  • Management expected a moderately unfavorable FY2015 commodity-cost impact, particularly from steel and petroleum-based products. Raw materials comprise approximately 60%–65% of cost of goods sold; the company relies primarily on two filter-media suppliers.
  • Recorded litigation liabilities were described as immaterial, and management did not expect identified claims to materially affect financial condition, results, or liquidity. The company guaranteed half of $28.7 million of joint-venture debt. Potential tax obligations, including interest and penalties, were estimated at $16.7 million; timing and payment were uncertain.
  • Pension plans were underfunded by $8.8 million at year-end. Management expected global pension expense to increase approximately $3.1 million in FY2015.
  • Management reported compliance with debt covenants and believed available cash, credit facilities, and expected operating cash flow were adequate for FY2015 needs. The auditors reported fairly presented financial statements and effective internal control over financial reporting.

Investor verification priorities

  1. Check whether FY2015 sales, margin, EPS, cash-flow, and capital-spending guidance was achieved, and how the Northern Technical acquisition affected results.
  2. Assess whether aftermarket growth can continue and whether gas-turbine sales stabilize after the FY2013 shipment surge.
  3. Monitor debt and liquidity following increased borrowing, substantial repurchases, and planned FY2015 buybacks.
  4. Verify the trajectory of raw-material costs, foreign-exchange effects, and the ability to offset them through pricing or productivity.
  5. Review Global ERP implementation costs and controls, and developments in tax exposures, pension funding, and the joint-venture guarantee.
