Q2 sales rose 2.6% year over year, or 2.9% excluding currency translation; six-month sales declined 0.4%, or increased 1.2% excluding currency. Q2 gross margin was 33.4% versus 34.6%, and operating margin was 11.9% versus 12.9%. Management attributed margin pressure primarily to lower production and fixed-cost absorption and a less favorable mix from large gas-turbine projects. Continuous Improvement initiatives partly offset these factors.

Q2 Engine Products sales declined 4.6% to $353.8 million; segment earnings before tax were $39.0 million versus $48.4 million. Industrial Products sales grew 15.3% to $242.2 million, primarily reflecting large Gas Turbine Products shipments; segment earnings before tax increased to $32.6 million from $30.6 million. Gas Turbine Products sales rose 79.2%; weakness included On-Road Products, down 20.9%, and lower demand in several equipment markets.

Cash flow, balance sheet, and capital

For the first six months, operating cash flow was $109.2 million, up from $102.2 million. Investing used $20.5 million, including $51.8 million of capital expenditures, partly offset by a reduction in short-term investments. Financing used $108.3 million, including $61.0 million for share repurchases and $26.5 million in dividends. Cash and equivalents ended at $216.6 million, with short-term investments of $67.9 million.

At January 31, current assets were $1,032.8 million and current liabilities were $485.0 million. Total debt, including short-term borrowings and current and long-term maturities, was approximately $262.2 million. The company reported $478.2 million of unused credit lines and was compliant with debt covenants. Current maturities of long-term debt rose to $82.5 million from $2.3 million at fiscal year-end, mainly because 6.59% unsecured notes were due in 2013. Shareholders’ equity was $1,004.2 million. The quarterly dividend was $0.09 per share; a $0.10 dividend was declared for payment in March 2013.

Outlook, risks, and contingencies

Management forecast FY2013 sales approximately equal to the prior-year record of $2.5 billion, operating margin of 13.9%–14.7%, tax rate of 28%–30%, diluted EPS of $1.61–$1.81, operating cash flow of $240–$270 million, and capital spending of $90–$100 million. Engine Products sales were expected to decline slightly; Industrial Products sales were forecast to grow 1%–6%. Gas Turbine Products sales were projected to increase 27%–32%. These are forward-looking estimates, not guarantees.

Key sensitivities cited include global economic conditions, weaker truck and equipment demand, currency fluctuations, commodity costs, competitive pressures, regulation-dependent retrofit emissions sales, and execution of strategic business systems. Management expected steel and filter-media prices to remain relatively stable near term, with some upward pressure on petroleum-based products. Most cash and short-term investments were held by foreign subsidiaries and generally considered permanently reinvested; repatriation could trigger additional U.S. taxes.

Contingencies included a guarantee of half of an unconsolidated joint venture’s $28.5 million debt, $13.2 million of undrawn standby letters of credit, and $19.7 million of potential tax obligations including interest and penalties. Unrecognized tax benefits were $18.5 million, with $1.2 million of accrued interest and penalties; timing and outcomes of examinations were uncertain. The company stated that identified litigation reserves were not material and no material warranty matters were accrued.

Important facts for investors to verify

  • How quickly Engine Products demand and fixed-cost absorption recover, and whether large Gas Turbine project shipments are repeatable.
  • The 2013 debt maturities, refinancing or repayment plans, and continued covenant compliance.
  • Cash availability and potential tax costs if foreign-held funds are needed in the U.S.
  • Changes in tax audit exposures, pension funding requirements, and the joint-venture debt guarantee.
