Q3 sales rose 8.9% reported and 10.8% excluding currency translation; currency reduced reported sales by $11.6M. Both segments grew: Engine Products sales increased 7.8% and Industrial Products 10.7%. U.S. sales were strong; international sales growth was partly offset by currency effects. Gross margin improved slightly, with continuous-improvement benefits and better fixed-cost absorption partly offset by higher commodity costs and less favorable mix. Operating expenses increased 3.2%, but declined as a share of sales to 20.1% from 21.2%.

Liquidity, debt and capital allocation

At April 30, cash and cash equivalents were $189.0M and short-term investments were $119.0M. Current assets were $1,099.8M versus current liabilities of $475.7M. Short-term borrowings were $83.6M; current maturities of long-term debt were $2.3M and long-term debt was $203.6M. Unused credit lines were approximately $451.8M. The company reported compliance with debt covenants and said resources were adequate for the next 12 months.

Nine-month investing cash outflow was $177.9M, including $58.0M of capital expenditures and $119.9M of short-term investment purchases. Financing cash outflow was $70.4M; the company repurchased $82.6M of stock, repaid $46.1M of long-term debt, and paid $34.3M in dividends, partly funded by a $70.5M increase in short-term borrowings. Nearly all cash was held by foreign subsidiaries and considered permanently reinvested; repatriation could trigger additional U.S. taxes.

Outlook, risks and unusual items

  • FY2012 forecast: sales of approximately $2.5B, up about 9%; operating margin of 14.2%–14.8%; tax rate of 28%–29%; operating cash flow of $260M–$280M; and capital spending of $75M–$80M. Management cited euro weakness as a currency headwind.
  • FY2012 segment sales guidance: Engine Products up 8%–10%; Industrial Products up 8%–10%. Management expected continued strength in off-road and on-road OEM demand, moderate aftermarket growth, and stronger gas turbine shipments; aerospace and defense and special applications were expected to be approximately level with the prior year.
  • Steel costs were more than 10% higher in the U.S. year over year for the quarter, while filter media costs rose approximately 3%–5%. Supplier arrangements were expected to help stabilize U.S. steel costs through July 2012; pricing and continuous-improvement actions were intended to offset input inflation.
  • Management cited global economic uncertainty, currency and commodity fluctuations, competitive and regulatory conditions, and potential market disruption as risks. Thailand flooding disrupted hard-disk-drive customer demand and reduced year-to-date Special Applications sales, though orders recovered in Q3. European and Chinese softness, slower European truck markets, and dependence of retrofit-emissions sales on regulation and funding were also noted.
  • The company reached a preliminary agreement to settle aftermarket-filter antitrust class actions; court approval remained pending. Donaldson denied liability and stated the settlement was not expected to materially affect its financial position, results, or liquidity.
  • Other items to note: Q3 included $1.8M of tax benefits; nine-month results included favorable tax-audit settlement benefits of $4.3M. The annual goodwill impairment review found no impairment. Donaldson guaranteed half of $22.7M in joint-venture debt and had $10.9M of undrawn standby letters of credit. It estimated $16.3M of unrecognized tax benefits plus $1.3M of accrued interest and penalties.

Important facts for investors to verify

  • Whether FY2012 sales, margin, cash-flow, and capital-spending guidance was achieved, particularly given currency headwinds and economic uncertainty.
  • Whether commodity costs, pricing actions, and continuous-improvement savings sustained gross and operating margin gains.
  • Whether segment and product trends continued, including gas turbine recovery, aftermarket growth, European demand, and recovery in hard-disk-drive-related sales.
  • Cash accessibility and funding needs, including foreign cash repatriation taxes, short-term borrowing levels, and upcoming credit-facility maturity.
  • Final court approval and terms of the antitrust settlement, and changes in tax reserves, warranty estimates, pension contributions, or other contingencies.
