Dolby derives most revenue from licensing audio technologies to device manufacturers and software vendors; it also sells cinema and broadcast products and related services. Licensing contributed 91% of quarterly revenue and 89% year-to-date. Management highlighted growth opportunities in broadcast, mobile, online delivery and Dolby Atmos, alongside the shift away from optical discs and traditional film cinema.

Liquidity, cash flow and capital allocation
At March 29, 2013, cash and cash equivalents were $328.5 million, short- and long-term investments totaled $452.4 million, and working capital was $524.7 million. Total cash, cash equivalents and investments were approximately $780.9 million, down from $1.16 billion at September 28, 2012. No debt balance is separately reported in the presented balance sheet.
Year-to-date operating cash flow was $122.8 million, down $91.8 million year over year, primarily due to lower net income and a $47.9 million increase in accounts receivable. Investing activities provided $190.2 million, largely reflecting proceeds from investment sales and maturities. Financing activities used $476.0 million, including the $408.2 million special dividend ($4.00 per share) and $65.4 million of share repurchases. Management stated existing liquidity and expected operating cash flows should meet anticipated needs for at least 12 months. About 28% of cash, cash equivalents and investments was held by foreign subsidiaries.
Material changes, outlook and risks
- Operating expenses rose 20% in the quarter and 24% year to date, led by higher R&D, sales and marketing, and general and administrative costs. Management cited increased staffing and development activity, Dolby Atmos launch costs, theatre naming-rights expense, and higher professional fees.
- Products gross margin fell to 25% from 35% in the quarter; services gross margin fell to 29% from 65%. Dolby attributed these declines to lower selling prices and shipments, prior-year deferred digital-cinema sales with higher margins, cinema-industry transition effects, and higher Atmos installation labor costs.
- FY2012 comparative licensing revenue was reclassified to include implementation-licensee settlements ($2.5 million for Q2 and $3.3 million year to date); the change did not affect previously reported operating income, cash flow, net income or EPS.
- The special dividend prompted equity-award modifications, producing approximately $7.9 million of incremental option-related compensation charges and $11.9 million of RSU-related charges to be recognized over applicable vesting periods.
- No specific financial guidance was provided. Management expects continued growth in the proportion of licensing revenue from non-optical-disc sources, but identified uncertainty around Windows 8 adoption, PC and optical-disc declines, mobile and online uptake, and competitive conditions. Cinema products and services face continued pressure from the transition to digital cinema.
- Key risks include reliance on licensee shipments and royalty reporting, patent expirations and intellectual-property enforcement, competition and pricing pressure, customer concentration, international and currency exposure, and volatile consumer demand. Microsoft represented 8% of quarterly revenue; Samsung represented 13%.
- Contractual commitments totaled $203.2 million, including $156.3 million for Dolby Theatre naming rights, $42.9 million in operating leases and $3.9 million in purchase obligations. Ordinary-course legal proceedings were not expected by management to have a material adverse effect; potential outcomes remain uncertain. Gross unrecognized tax benefits were $20.0 million.
Important facts for investors to verify
- Whether the licensing growth opportunities, particularly broadcast, mobile and online, can offset declines in PC, optical-disc and cinema-related revenue.
- Whether lower product and services margins and elevated operating expenses persist, and how they affect earnings and cash generation.
- The effects of Windows 8 licensing terms, adoption and OEM participation on future PC royalties.
- Future capital returns and liquidity after the special dividend, share repurchases and investment portfolio reduction.
- Exposure to Microsoft and Samsung, royalty-reporting accuracy, patent expirations, tax contingencies and foreign-held funds.
