Prior-year net income included the sale of Nichols Aluminum: discontinued operations contributed $22.2 million in Q2 and $19.5 million for the six-month period, including a $24.6 million after-tax sale gain. Thus, the continuing-operations comparisons better reflect the ongoing business. In Q2, sales growth reflected higher volume and pricing, partly offset by currency effects; cost of sales rose more slowly than sales. First-half operating results improved, but cost of sales grew faster than revenue, partly reflecting a $2.8 million warranty accrual reversal in the prior-year period.

Cash flow, liquidity and capital

  • First-half operating cash flow was $3.3 million, compared with cash used of $11.0 million in 2014. Capital expenditures were $13.4 million; investing cash outflow was $12.7 million.
  • Cash and cash equivalents were $60.0 million, down $60.4 million since October 31, 2014, primarily reflecting $52.7 million of treasury-stock purchases, capital investment, dividends and operating cash use. Working capital was $139.8 million.
  • Total debt was $0.6 million, including no revolver borrowings. The company reported $143.4 million available under its $150 million revolving facility and $5.9 million of outstanding letters of credit. It reported compliance with covenants; stated actual interest coverage was 87.95:1 against a 3.00:1 minimum and leverage was 0.14:1 against a 3.25:1 maximum.
  • The $75 million share-repurchase program was completed in February 2015: 3.99 million shares repurchased at an average $18.77 per share. Dividends were $0.08 per share for the six months.

Outlook, commentary and risks

  • No specific company earnings or revenue guidance is provided. Management cited a recovering building-products market and expects Quanex’s sales growth rates to converge with third-party market growth estimates during 2015. The business is seasonal, with activity generally stronger in the second half of the fiscal year.
  • Management referenced third-party forecasts of U.S. housing starts rising from 1.0 million in 2014 to 1.1 million in 2015 and 1.3 million in 2016. Window shipments grew 5.8% over the trailing twelve months ended March 31, 2015, according to cited research; these are external estimates, not company guidance.
  • Key exposures include housing and remodeling demand, customer concentration, PVC and oil-related input prices, foreign exchange, energy costs, and the ability to pass costs through contractual surcharges. Management said currency movements reduced foreign-operation sales and contributed to transaction losses; some customer contracts limit recovery of raw-material costs.
  • A vapor-barrier issue affecting certain German spacer products had a $1.0 million accrual at April 30, 2015; the company cannot estimate potential unasserted claims. Warranty accruals rose to $0.9 million, primarily due to a specific vinyl-extrusion claim related to a formulation change.
  • A January 2015 reassessment of an uncertain tax position related to the 2008 spin-off produced a $10.0 million non-cash increase in retained earnings and a $0.8 million income-tax benefit. The first-half reported tax benefit rate was 67.7%; excluding the discrete benefit, management reported 35.5%.
  • The filing says the company believes it has sufficient liquidity for anticipated needs. It reports no current environmental remediation activities and does not expect ordinary-course litigation to materially affect results. Actual outcomes remain subject to the risks described in the filing.

Important facts for investors to verify

  • Whether sales growth, margins and second-half seasonality develop as management expects, particularly amid foreign-exchange and raw-material cost changes.
  • Future costs or claims related to spacer migration and the vinyl-product warranty issue, including any claims not currently estimable.
  • Cash deployment and liquidity following completion of the $75 million repurchase program, alongside capital spending and dividend commitments.
  • The sustainability of earnings excluding prior-year Nichols sale proceeds and the impact of discrete tax items on comparisons.
