ONTO INNOVATION INC. annual report, FY2011

Filing identity and business context

Important metadata discrepancy: The supplied filing is Nanometrics Incorporated’s Form 10-K for the fiscal year ended December 29, 2012, filed March 11, 2013. It is not an Onto Innovation filing and does not cover 2010 Q4. Nanometrics made semiconductor process-control metrology and inspection systems; it reported one operating segment.

Financial performance

Amounts below are in U.S. dollars; financial statement figures are in millions unless noted.

Product revenue fell 26.2% to $143.8 million, while service revenue rose 10.7% to $39.1 million. Product gross margin declined to 47.2% from 54.5%; management attributed the pressure to launch costs for Atlas II in the first half and lower volumes and fixed-cost absorption in the second half. R&D spending increased 27.0% to $29.6 million.

Cash, liquidity and debt

Cash, cash equivalents and marketable securities totaled $109.9 million at year-end, versus $97.7 million a year earlier; cash and cash equivalents alone were $62.9 million, with $47.0 million in marketable securities. Working capital was $158.6 million, down from $160.6 million. Total debt was $5.3 million, consisting of the headquarters mortgage; the $20 million revolving credit facility had no borrowings, and the company reported $13.5 million of borrowing-base availability. Investing activities used $51.8 million, primarily for net purchases of marketable securities. Financing activities used $6.8 million, including $8.5 million for share repurchases and $2.2 million of mortgage repayments.

Material changes and unusual items

  • Revenue contracted after strong growth in 2011, as major customers cut semiconductor capital spending, particularly in the second half of 2012.
  • Sales declined across automated systems (14.2%), integrated systems (51.3%), and materials characterization systems (60.1%).
  • Customer concentration increased: Samsung represented 27.8% of revenue, Intel 22.3%, and SK Hynix 16.5%; together, the three generated 66.6%.
  • Fourth-quarter revenue was $30.3 million and the quarter recorded an operating loss of $6.5 million and net loss of $3.6 million. The quarter included a $0.3 million pretax out-of-period cost-of-goods-sold charge, which management said was not material to the quarter or prior periods.
  • The company recorded a $2.5 million legal settlement charge in FY2011 related to its KLA patent dispute; payment was made in the first quarter of 2012. No material litigation was reported as pending in this filing.
  • FY2012’s 3.3% effective tax rate reflected a $1.3 million one-time benefit from tax elections. The filing also estimates an approximately $0.5 million research-credit benefit for 2012, to be recognized in Q1 2013.

Outlook, commentary and risks

Management expected the sales downturn to continue into at least the first quarter of 2013. The filing gives no quantified revenue or earnings guidance. Management cited demand drivers including increasingly complex semiconductor processes, advanced packaging, new thin-film materials, and demand for improved process control. It reported launches and development work across Atlas, IMPULSE, SPARK, UniFire and the Lynx platform.

Key risks include semiconductor-industry cyclicality and uncertain customer capital spending; dependence on a small number of customers and international markets; order cancellations or shipment deferrals; reliance on sole- or limited-source suppliers; product quality, pricing and competitive pressures; and execution risks in developing new products and integrating acquisitions. The company also identified foreign-exchange exposure, tax uncertainty, environmental obligations, and a planned 2013 ERP-system replacement. Management said cash, investments and available borrowing were sufficient for at least the next twelve months. PwC gave an unqualified opinion on the financial statements and reported effective internal control over financial reporting as of year-end.

Important facts for investors to verify

  • Confirm the intended issuer and period: this source is Nanometrics FY2012, not Onto Innovation or 2010 Q4.
  • Review subsequent results against management’s expectation that the downturn would persist into at least Q1 2013.
  • Track customer concentration and spending by Samsung, Intel and SK Hynix, as well as the sharp decline in backlog from $43.6 million to $10.0 million.
  • Assess whether Atlas II costs and lower factory utilization improve enough to restore product margins.
  • Check cash generation, inventory and the use of the remaining $16.5 million FY2012 share-repurchase authorization.
  • Monitor the mortgage-rate reset scheduled for 2013, the ERP transition, and any changes in tax positions or supplier availability.
