Material changes and segment performance
- Consolidated sales fell 10.6% year over year. Acquisitions added about $42 million, while currency movements reduced sales by about $403 million; excluding these effects, sales declined 7.8%, primarily on lower Diversified Industrial volume.
- Lower volume and higher realignment charges contributed to the gross-margin decline. Net income fell about 20.3%; lower SG&A and a lower effective tax rate partly offset the sales and margin pressure.
- Diversified Industrial sales were $9.100 billion, down substantially across North American and international operations. Operating margins were 15.9% in North America and 10.8% internationally, both lower year over year. Weakness was pronounced in oil and gas, construction equipment, and farm and agriculture markets.
- Aerospace Systems sales were $2.260 billion, approximately flat, while operating margin improved to 14.9% from 13.3%. Favorable mix, contract settlements, lower engineering-development expense and lower operating costs contributed.
- Total backlog was $3.2 billion at June 30, 2016, versus $3.3 billion a year earlier; approximately 86% was scheduled for delivery within 12 months.
In fiscal Q4 2016, sales were $2.957 billion, net income attributable to common shareholders was $241.8 million, and diluted EPS was $1.77. The comparable fiscal Q4 2015 figures were $3.145 billion, $179.5 million and $1.27, respectively.
Outlook, commentary and notable items
- For FY2017, management expected Diversified Industrial North American sales to decline 1%–5%, international sales to increase 1%–5%, and corresponding segment margins of 16.7%–17.1% and 12.5%–12.9%. Aerospace Systems sales were expected to grow 1%–3%, with margins of 15.1%–15.5%.
- Management expected about $48 million of FY2017 business realignment charges. It estimated FY2016 workforce reductions would increase FY2017 operating income by approximately 11% in Diversified Industrial North America and 13% internationally.
- FY2016 realignment charges totaled approximately $97 million, principally severance and plant-closure costs. The filing also reports a $12 million enhanced-retirement expense associated with a plant closure.
- The company repurchased 5.1 million shares for $558 million in FY2016, compared with 11.1 million shares for $1.394 billion in FY2015. FY2016 dividends were $2.52 per share; management reported 60 consecutive years of annual dividend increases.
- Pension obligations remain significant: the defined-benefit plans’ funded status was a deficit of about $2.009 billion, versus $1.629 billion a year earlier. Expected FY2017 pension contributions were approximately $306 million. Management also forecast that a pension-cost methodology change would reduce FY2017 annual pension expense by about $33 million.
- The filing identifies risks from weak or volatile global markets, currency movements, raw-material costs, competition, acquisitions and restructuring execution, cybersecurity, taxes, pension costs, product liability, regulation and litigation. Management noted declining industrial demand and particularly weak oil-and-gas and equipment markets.
- Environmental remediation accruals were $15.2 million; estimated total exposure ranged from $15.2 million to $80.6 million. In a European marine-hose cartel matter, a July 2016 court judgment set the fine at €19.95 million and Parker and its subsidiary were jointly and severally liable for €6.40 million.
Most important facts for investors to verify
- Confirm the applicable period: this is FY2016, with fiscal Q4 comparisons, rather than a standalone 2015 Q4 filing.
- Assess whether sales and margins recover as projected, particularly in Diversified Industrial, and track order rates and backlog conversion.
- Monitor debt and liquidity, including the 39.9% debt-to-debt-plus-equity ratio, foreign-held cash, commercial paper borrowings and available credit capacity.
- Evaluate pension funding needs and assumptions, restructuring costs and expected savings, and the sensitivity of margins to demand and currency movements.
- Check subsequent developments in the marine-hose matter, environmental remediation, and other legal or tax contingencies.
