Trex Residential generated $1,059.5 million of sales, $200.9 million of net income and $311.3 million of EBITDA. Trex Commercial generated $46.5 million of sales, a $16.3 million net loss and negative EBITDA of $20.2 million, including the loss on sale.

Residential sales volume declined 18.2%, partially offset by a 13.6% increase in pricing. The residential gross margin declined to 37.7% from 39.3%, primarily due to lower production volume and inflationary pressures, partly offset by pricing, workforce reductions and cost-efficiency actions.

Cash and cash equivalents were $12.3 million at year-end, compared with $141.1 million at December 31, 2021. Inventory increased to $141.4 million from $83.8 million, while accounts receivable declined to $98.1 million from $151.1 million.

At December 31, 2022, borrowings under the revolving credit facility were $222 million, with $328 million of available capacity. The weighted average interest rate was 5.22%. The Company was in compliance with all debt covenants. Total assets were $933.7 million and stockholders’ equity was $518.3 million.

Material changes versus the prior comparable period

  • Demand weakened beginning in late June 2022 as rising interest rates, lower consumer sentiment and economic concerns caused distributors to draw down channel inventory rather than reorder.
  • Trex Residential reduced production, right-sized its employee base and implemented cost-efficiency measures in response to the demand change.
  • Pricing actions taken in 2021 and 2022 helped offset part of the volume decline and inflationary pressures.
  • The Company sold Trex Commercial, eliminating a lower-performing commercial operation and focusing resources on residential outdoor living products.
  • No goodwill impairment was recorded in 2022, compared with a $54.2 million impairment charge in 2021.
  • 2021 included an $8.7 million gain on insurance proceeds related primarily to a 2021 Virginia facility fire; no comparable gain was recorded in 2022.
  • Capital expenditures increased, including $85.7 million for the Arkansas manufacturing facility and $39.2 million for plant cost-reduction initiatives.
  • The Company repurchased 6.5 million shares for approximately $398.4 million during 2022, contributing to higher borrowings and lower cash balances.

Guidance, outlook, commentary and risks

Management expects 2023 capital expenditures of $130 million to $140 million. The Arkansas manufacturing campus is expected to require approximately $400 million in total investment and is intended to expand residential capacity; substantially all construction in process at year-end was expected to be completed and placed into service by 2025.

Management expects to fund planned capital expenditures and other requirements through operating cash flow and revolving-credit borrowings. The Company stated that available liquidity should be sufficient for at least the next 12 months, while noting that actual capital needs may vary materially with demand and market conditions.

Key risks include weaker home-improvement and remodeling demand, higher interest rates, distributor inventory reductions, seasonality and adverse weather, inflation in raw materials and transportation, labor shortages, supply-chain constraints, dependence on major customers and raw-material suppliers, execution risk related to the Arkansas facility, variable-rate debt, product-quality and warranty claims, cybersecurity incidents, geopolitical conflicts and climate-related regulation.

The Company maintains a $25.6 million residential product warranty reserve at December 31, 2022, including a $15.9 million reserve for surface-flaking claims involving Nevada products manufactured before 2007. A 10% change in the expected number or cost of remaining claims could change the surface-flaking reserve by approximately $1.6 million.

Three Trex Residential customers represented approximately 64% of total 2022 net sales. Two customers represented 35% and 26% of year-end accounts receivable, respectively. The Company has never paid cash dividends and currently expects to retain earnings for business expansion and share repurchases.

Most important facts for investors to verify

  • Whether residential demand and distributor inventory levels normalized after the 2022 channel drawdown.
  • Progress, total spending and expected production ramp for the Arkansas manufacturing facility.
  • Whether pricing, productivity and cost-reduction actions can restore residential gross margins.
  • Cash generation, share-repurchase pace, revolving-credit borrowings and compliance with debt covenants.
  • Actual customer concentration and exposure to Home Depot, Lowe’s and other major distributors.
  • Future changes in the surface-flaking warranty reserve and other product-quality obligations.
  • The sustainability of management’s $130 million to $140 million 2023 capital-expenditure guidance.
