Ubiquiti Inc. annual report, FY2014

Business context and reporting period

Ubiquiti Networks, Inc. develops networking hardware and software for service providers and enterprises, including wireless broadband, routing, enterprise Wi-Fi, video surveillance and machine-to-machine products. Its model relies on distributors and an online user community rather than a direct sales force. This 10-K covers the fiscal year ended June 30, 2014; the filing also reports the fourth quarter ended that date. Amounts below are U.S. dollars.

Financial performance and position

  • FY2014 revenue: $572.5 million, up 78% from $320.8 million in FY2013. Service provider technology generated $450.7 million (79% of revenue), up 58%; enterprise technology generated $121.8 million (21%), up from $35.4 million.
  • Profitability: Gross profit was $253.5 million and gross margin 44%, versus $135.3 million and 42% in FY2013. Operating income was $195.9 million (34% margin), versus $92.6 million (29%). Net income was $176.9 million ($1.97 diluted EPS), versus $80.5 million ($0.89 diluted EPS).
  • Fourth quarter: Revenue was $156.0 million, compared with $101.2 million in FY2013 Q4; net income was $49.4 million, compared with $28.8 million. Gross profit was $68.9 million, implying a gross margin of about 44%.
  • Cash flow: Operating cash flow was $121.3 million, down from $131.9 million, despite higher net income. Investing cash outflow was $4.0 million; financing provided $2.0 million. Cash increased by $119.3 million to $347.1 million.
  • Liquidity and debt: Working capital was $413.4 million; total assets were $476.2 million. Debt was $72.3 million, leaving net cash of approximately $274.8 million. A $150 million senior secured revolving facility, with a potential $50 million increase subject to lender approval, matures in 2019. The company reported sufficient liquidity for at least 12 months.
  • Other metrics: The effective tax rate declined to 9.1% from 12.3%, mainly because a greater share of earnings arose in lower-tax foreign jurisdictions. Capital expenditures were $3.8 million. No cash dividend was declared for FY2014.

Material changes versus prior period

  • Revenue rebounded sharply after FY2013’s 9% decline, which management attributed partly to reduced counterfeit-related disruption and distributor channel inventory buildup, as well as broader adoption of service-provider and enterprise products.
  • Enterprise technology’s share of revenue rose to 21% from 11%; service provider technology remained the larger business.
  • Gross margin increased by about 2 percentage points, with management citing scale benefits, product mix and a one-time vendor rebate, partly offset by higher inventory-obsolescence provisions.
  • Operating cash flow fell by $10.6 million. Inventory increased $33.8 million, reflecting efforts to build warehouse stock and reduce delivery lead times.
  • The company replaced its East West Bank borrowing with the Wells Fargo facility and ended FY2014 with $72.3 million outstanding. It authorized a new $75 million share repurchase program in May 2014; no shares had been repurchased under it by fiscal year-end.

Outlook, commentary and risks

  • No specific revenue or earnings guidance is provided. Management expects research and development spending to increase as it develops new products, and expects absolute selling, general and administrative costs to rise as the business expands.
  • Management’s growth case rests on adoption of its product platforms and its community-led development, marketing and support model. Results remain exposed to competition, pricing pressure, product launches and customer demand.
  • Key operating risks include limited visibility into end-user demand and distributor inventories; reliance on distributors (99% of FY2014 revenue); dependence on contract manufacturers and certain component suppliers; and reliance on Qualcomm Atheros components and a technology license scheduled to expire September 1, 2014, subject to renewal provisions.
  • Other significant risks include counterfeit products, product defects and cybersecurity vulnerabilities, crowded unlicensed radio spectrum, foreign-exchange and international operating risks, and dependence on the Ubiquiti Community. Flytec Computers represented 13% of revenue; EMEA represented 43% of revenue.
  • Of $347.1 million in cash, $307.6 million was held by foreign subsidiaries. Management did not intend to repatriate these funds, and repatriation could result in significant taxes.
  • Unusual items and contingencies: An OFAC matter concerning possible third-party resales into Iran was settled in March 2014 for a $504,000 payment; the company reversed $1.1 million of a prior reserve. A shareholder class action was dismissed with prejudice, but plaintiffs appealed; the company could not estimate a possible loss. The company also reported $20.9 million in non-cancelable purchase commitments and $14.5 million in gross unrecognized tax benefits.
  • Management and the auditor concluded that disclosure controls and internal control over financial reporting were effective as of June 30, 2014. Management cautioned that results may fluctuate and that historical performance is not necessarily indicative of future results.

Important facts for investors to verify

  • Whether the revenue rebound and enterprise growth are sustained, and how much FY2013’s counterfeit and channel-inventory effects explain the comparison.
  • Distributor sell-through and inventory levels, particularly given limited visibility into end-user demand and Flytec’s 13% revenue concentration.
  • Renewal and continuity of the Qualcomm Atheros license and component supply, and the company’s ability to qualify alternatives.
  • Inventory quality and cash conversion: inventory rose to $46.3 million from $15.9 million while operating cash flow declined.
  • Availability and covenant compliance under the secured credit facility, plus the intended use of the $75 million repurchase authorization.
  • Potential tax costs associated with foreign cash, the $14.5 million of unrecognized tax benefits, and the status and exposure of the shareholder lawsuit appeal.
