UNITED MICROELECTRONICS CORP annual report, Q4 FY2017

United Microelectronics Corporation — FY2017 Form 20-F

Reporting period: Fiscal year ended December 31, 2017. Although the request references 2017 Q4, this filing is an annual report and does not provide a standalone Q4 summary. Financial statements are prepared under IFRS as issued by the IASB. Unless noted, amounts below are in NT$ millions; US$ figures are the filing’s convenience translations.

Business context

UMC is a Taiwan-based independent semiconductor foundry, primarily manufacturing wafers to customers’ designs. Wafer fabrication generated NT$148,940 million of FY2017 revenue. Communications, consumer electronics, computers and other applications represented 48.6%, 29.4%, 13.1% and 8.9% of gross wafer sales, respectively. The top ten customers contributed 54.8% of revenue.

Debt and liquidity: At year-end, short-term loans were NT$25,446 million, bonds payable NT$48,518 million and long-term loans NT$32,165 million. Current liabilities were NT$88,815 million and current assets NT$139,278 million. Unused short-term credit lines totaled NT$62,057 million. Net debt, defined by UMC as total liabilities less cash, was NT$99,837 million; debt-to-capital ratio was 32.26%, down from 34.20% in 2016.

Changes versus the prior year

  • Revenue increased 1.0%, as foundry wafer shipments rose 10.8% to 6.837 million 8-inch-equivalent wafers. The increase was partly offset by a 4.9% lower average selling price and approximately 5.8% appreciation of the NT dollar.
  • Operating costs rose 4.0%; gross profit fell 10.9% and gross margin declined 2.4 percentage points, to 18.1%.
  • Operating income increased 6.0%, with operating margin improving 0.2 percentage points. Lower sales and marketing and administrative expenses, plus higher grant income, helped offset weaker gross profit.
  • Parent-attributable net income increased 12.2%. Non-operating results improved to income of NT$1,104 million from a loss of NT$1,473 million, principally reflecting a swing to foreign-exchange gains; finance costs rose to NT$2,495 million from NT$1,414 million.
  • Operating cash flow increased 13.0%. Investing cash outflow narrowed to NT$35,416 million, mainly as equipment purchases fell from NT$91,561 million to NT$44,236 million. Financing cash flow was NT$9,162 million, versus NT$38,795 million in 2016.
  • Average capacity utilization improved to 94.4% from 88.6%. 14nm shipments began in March 2017; 28nm represented 16% of foundry revenue, versus 17% in 2016.

Outlook, risks and unusual items

  • Outlook: The filing gives no specific revenue or earnings guidance. Management said cash and cash equivalents and short-term investments were expected to cover working-capital and capital-expenditure needs at least through the end of 2018. It planned to focus investment on 40nm and 28nm technologies and advanced 12-inch fabs, while adjusting expansion to market conditions.
  • Industry and execution risks: Semiconductor cyclicality, price erosion, potential overcapacity, high fixed costs, technology-transition and yield risks, and substantial capital needs may pressure profitability. UMC identified customer concentration, supplier and equipment availability, and natural-disaster exposure as additional risks.
  • Currency exposure: A majority of revenue is denominated in currencies other than NT dollars, primarily US dollars, while much of the cost base is in NT dollars. 2017 included a NT$1,566 million net foreign-exchange gain, while translation losses contributed to NT$4,815 million of other comprehensive loss.
  • Government grants and impairments: Other operating income included NT$1,710 million of government grants in 2017; no property, plant and equipment impairment was recorded, compared with NT$455 million in 2016. New-business operations, including solar and LED, remained loss-making, although the reported segment loss narrowed to NT$666 million from NT$1,662 million.
  • Legal matters: UMC faces R.O.C. and U.S. proceedings brought by Micron alleging trade-secret misappropriation; the company disputes the allegations and filed patent-infringement actions against Micron entities in China. The filing says the contingent liability could not be reliably estimated. Separately, IBM sought US$10 million plus interest over technology-license fees; UMC appealed an unfavorable judgment and did not expect a material adverse financial impact.
  • Other notable items: The proposed FY2017 cash dividend was NT$0.70 per share, subject to shareholder approval. Taiwan’s corporate tax rate increased from 17% to 20%, effective retrospectively from January 1, 2018; management disclosed potential future tax impacts. The 2017 employee cash bonus was proposed at NT$1,032 million.
  • Management and Ernst & Young reported effective disclosure controls and internal control over financial reporting; the auditor issued unqualified opinions on the financial statements and internal controls.

Investor verification priorities

  • Confirm shipment growth, average selling-price erosion, capacity utilization and the sustainability of gross-margin recovery.
  • Review debt maturities and refinancing needs, especially the NT$24,842 million current portion of bonds and NT$2,522 million current portion of long-term loans at year-end.
  • Assess the returns, funding commitments and guarantees associated with USC and other investments, alongside capital spending and government grants.
  • Track the Micron and IBM cases, including potential financial exposure and any effect on technology access or customer relationships.
  • Verify approval and payment of the proposed NT$0.70 dividend, and assess the effects of the 2018 tax changes and IFRS 9/IFRS 15 adoption.
