Cash flow, debt and liquidity

  • Nine-month operating cash flow was $660.4 million, versus $193.8 million in the prior-year period. Capital expenditures were $126.9 million, producing reported free cash flow of $533.6 million, versus $93.5 million.
  • Cash was $426.7 million at December 31, 2022, compared with $20.1 million at March 31, 2022. Working capital was $787.1 million, up from $480.7 million.
  • Total debt obligations were $1.30 billion, including $429.0 million on the term loan, $350.0 million of 2027 notes, $500.0 million of 2030 notes and $21.0 million of equipment financing. Net debt, as defined by management, was $882.1 million; reported leverage ratio was 1.0x.
  • The amended revolving facility has $600 million capacity; there were no borrowings and $9.7 million of letters of credit, leaving $590.4 million available. ADS reported total liquidity of $1.017 billion and compliance with debt covenants.
  • ADS issued $500 million of 6.375% senior notes due 2030 in June 2022, using most proceeds to repay revolving borrowings. Interest expense rose to $20.0 million for the quarter and $49.3 million year to date, primarily due to higher average debt.

Material changes and management commentary

  • Quarterly sales declined mainly on lower volumes in domestic Pipe and Infiltrator, associated with weaker U.S. construction end markets. International sales increased, while Allied Products & Other sales grew modestly, partly reflecting the Cultec acquisition.
  • Year-to-date growth reflected stronger pricing and product mix, especially in Pipe and Allied Products & Other, and the Cultec acquisition. Management said favorable pricing and material costs supported gross profit, partly offset by lower volumes, inflationary pressures and higher manufacturing costs.
  • Quarterly SG&A increased to $85.9 million, or 13.1% of sales from 11.2%, which management attributed to increased headcount. Year-to-date SG&A rose in dollars but fell as a share of sales.
  • Share repurchases were $375.0 million for the nine months, including $179.9 million in the quarter. About $625.0 million remained under the $1.0 billion authorization at December 31, 2022. Cash dividends paid year to date were $30.1 million.

Outlook, risks and contingencies

  • ADS expected fiscal 2023 capital expenditures of approximately $175 million, including about $80 million of open orders at December 31, 2022, to be funded with operating cash flow. Management said cash, available credit and expected operating cash flow should cover working capital, planned capital spending and scheduled debt service for at least the next 12 months.
  • The filing provides no quantified sales or earnings guidance. Management cautions that results may differ from forward-looking statements and notes seasonality, construction-market cyclicality, weather, resin and other input-cost availability and pricing, inflation, competition, acquisition integration, labor, international and joint-venture exposure, cybersecurity, regulation and indebtedness as risks.
  • A 1 percentage-point increase in rates on variable-rate debt was estimated to add about $4.2 million to annual interest expense based on period-end borrowings; if the revolver were fully drawn, the estimated annual impact would be about $10.2 million.
  • ADS reported ordinary-course legal proceedings and did not expect them to materially adversely affect financial position or results. It guaranteed 50% of certain South American joint-venture debt; the venture had about $6.3 million outstanding and ADS’s maximum potential obligation was $11.0 million. No fixed-price, fixed-quantity purchase commitments were outstanding at period-end.
  • The filing describes the non-GAAP measures Adjusted EBITDA and free cash flow as supplemental measures, not substitutes for GAAP results or cash flows.

Important facts for investors to verify

  • Whether the quarterly sales and volume weakness in domestic Pipe and Infiltrator continued, and whether pricing can offset inflation and manufacturing costs.
  • How much of reported year-to-date cash generation is sustainable after seasonal working-capital movements and higher capital expenditures.
  • The effect of the $500 million 6.375% notes and variable-rate borrowings on future interest expense, debt reduction and liquidity.
  • Capital allocation trade-offs among repurchases, dividends, investment spending and debt service; repurchases materially reduced cash available for other uses.
  • Final Cultec purchase-price allocation and whether expected acquisition benefits are realized; the allocation was preliminary.
