Business context and financial results
ADS manufactures thermoplastic corrugated pipe and related water-management products, serving construction, infrastructure, agricultural and residential markets. Fiscal 2015 growth reflected stronger domestic construction activity, continued conversion from traditional pipe materials, and growth in Canada and Mexico. Pipe represented 76% of fiscal-year net sales; Allied Products represented 24%.

Liquidity, debt and capital
- Cash was $3.6 million at March 31, 2015; working capital was $249.1 million, compared with $241.0 million a year earlier.
- Reported debt, excluding capital leases, was $399.9 million, down $54.2 million year over year. Capital-lease obligations were $61.2 million, making reported debt plus capital leases approximately $461.1 million.
- ADS reported $127.5 million of liquidity, including cash and $123.9 million available under revolving facilities. The primary ADS revolver had $111.9 million available; the separate ADS Mexicana facility had $12.0 million available.
- Interest expense was $19.4 million. A 1 percentage-point rise in rates on variable-rate debt was estimated to increase annual interest expense by about $1.9 million at year-end balances.
- Operating cash flow was below investing cash outflow of $76.1 million, which included $36.4 million for Ideal Pipe and $31.5 million of capital expenditures. Management anticipated approximately $45 million of FY2016 capital expenditures and stated available liquidity and operating cash flow were expected to cover needs for at least 12 months.
- Debt covenants included a maximum leverage ratio of 4.0x and minimum fixed-charge coverage ratio of 1.25x; ADS reported compliance at March 31, 2015. The company accrued a $0.5 million excess-leverage fee because its calculated ratio exceeded 3.0x.
Material changes versus the prior year
- Domestic sales rose 9.9%; international sales rose 14.8%. Net sales growth reflected higher volumes and domestic Pipe selling prices, while Ideal Pipe contributed only from its January 2015 acquisition date.
- Gross margin declined. Management cited approximately 11.8% higher Pipe raw-material prices and a lag in passing those costs through to customers. Lower diesel costs reduced domestic freight expense.
- Adjusted EBITDA fell despite higher sales, with declines in both Domestic and International segments. International gross profit and Adjusted EBITDA were pressured by tighter margins, currency weakness and weaker conditions in Brazil.
- Other miscellaneous expense was $14.4 million, versus $1.2 million of income in FY2014. FY2015 included $7.7 million of unfavorable derivative fair-value adjustments and a $5.6 million loss on the Canadian-dollar hedge for Ideal Pipe.
- FY2014 included a $1.59-per-share special dividend and $22.6 million of related ESOP compensation expense. FY2015 common dividends were $0.08 per share, compared with $1.68 in FY2014, including the special dividend.
Restatement, outlook, risks and contingencies
- Restatement and controls: The company restated FY2014 and FY2013 statements and affected earlier periods to correct errors involving leases, inventory, long-lived assets, ADS Mexicana, income taxes and other items. Management identified material weaknesses in the control environment, lease and inventory accounting, journal entries and reconciliations, and ADS Mexicana controls and revenue cut-off. Management concluded disclosure controls were ineffective at March 31, 2015; remediation was ongoing.
- Reporting and listing risk: The filing was delinquent, and the NYSE had granted an extension to April 15, 2016 for delinquent reports. The company remained exposed to delisting risk and limits on access to public capital markets. Debt agreements were amended and reporting deadlines extended to April 1, 2016, with waivers conditioned on timely delivery.
- Investigations and litigation: A securities class action seeks unspecified damages related to alleged misstatements. The SEC’s formal investigation into accounting practices was ongoing. ADS said it could not estimate possible losses, which could be material. An Audit Committee investigation found no evidence of fraud in the journal-entry review, but identified control deficiencies. Separate ADS Mexicana reviews identified unsupported or non-substantive related-party arrangements and instances of revenue recorded before shipment or transfer of title; the company planned tax-return amendments and further remediation.
- Operating risks: Results are seasonal and exposed to construction and infrastructure cycles, weather, resin and fuel prices, customer concentration, competition, international currency and joint-venture risks, and customers’ ability to pay. Ferguson Enterprises represented 10.7% of FY2015 net sales. A 5% change in HDPE and PP virgin-resin prices was estimated to change annual cost of goods sold by about $25 million.
- Debt and liquidity risks: Debt covenants restrict borrowing, dividends and other transactions; a 1 percentage-point rate increase could raise annual interest expense. Management’s liquidity outlook is an expectation, not a guarantee.
- Acquisitions: ADS acquired Ideal Pipe for a reported purchase price of $43.8 million, strengthening its Canadian operations. After year-end, ADS increased its BaySaver interest to 65% and obtained majority voting rights; it expected to consolidate BaySaver beginning in FY2016’s second quarter.
Important facts for investors to verify
- Review the restated audited statements and quarterly amendments, including the effects of the corrections on earnings, cash flows, equity and covenant calculations.
- Check subsequent filings for timely completion of reporting, NYSE listing status, and any further lender waivers or covenant amendments.
- Track progress and independent validation of remediation for each material weakness, particularly ADS Mexicana revenue cut-off and related-party controls.
- Monitor outcomes and potential costs of the SEC investigation and securities litigation; the filing provides no clear estimate of exposure.
- Assess whether sales growth can translate into recovered margins amid resin-cost volatility, and whether operating cash flow can fund capital spending, debt service and dividends.
- Reconcile debt and lease obligations, available revolver capacity, covenant headroom and the impact of subsequent BaySaver consolidation on reported results.
