Business context and period. This unaudited quarterly report covers the three and six months ended July 4, 2010, compared with periods ended July 5, 2009. Cognex supplies machine-vision products and services through its Modular Vision Systems Division (MVSD) and Surface Inspection Systems Division (SISD). Results are not necessarily indicative of full-year performance.

Unless stated otherwise, dollar figures are U.S. dollars. Revenue rose 75% in the quarter and 57% in the half year. Growth was driven mainly by product sales: quarterly product revenue increased 83%, while service revenue increased 9%. Gross margin improvement reflected higher MVSD margins, better manufacturing-cost absorption, and a greater revenue mix from higher-margin modular systems. MVSD gross margin was 79% in both 2010 periods; SISD gross margin was 45% for the quarter and 43% for the half year.

Liquidity and balance sheet. At July 4, 2010, cash and cash equivalents were $37.9 million, short-term investments $97.4 million, and long-term investments $64.5 million, totaling $199.8 million in cash, cash equivalents, and investments. The filing says approximately $193.2 million was cash or investments convertible into cash. Cognex reported no long-term debt. Current assets were $228.2 million and current liabilities $54.7 million. Shareholders’ equity was $394.9 million.

Cash and cash equivalents declined $81.9 million during the first half, primarily reflecting net investment purchases of $81.1 million and a $16.0 million adverse foreign-exchange effect, partly offset by $21.3 million of operating cash flow. Capital expenditures were $2.2 million; dividends paid were $4.4 million.

Material changes and management commentary

  • Management attributed the recovery in factory-automation and semiconductor/electronics demand to a broad-based rebound from the global downturn. Quarterly sales to these markets rose 73% and 366%, respectively; management cautioned that semiconductor/electronics demand is cyclical and future order visibility is limited.
  • New revenue-recognition rules adopted January 1, 2010 increased reported revenue by $0.8 million for the quarter and $2.4 million for the half year versus the prior method. Excluding this effect, management reported quarterly growth of 72% in factory automation and 334% in semiconductor/electronics sales.
  • Service revenue declined as a share of total revenue to 7% from 11% in the quarter, reflecting stronger product growth and a longer-term trend toward products requiring less support.
  • Quarterly SG&A increased 15%, including higher sales commissions, bonuses, marketing spending, and corporate legal costs. Patent-litigation fees were $1.6 million for the quarter and $2.5 million for the half year. RD&E was 11% of quarterly revenue; management targets spending of 10%–15% of revenue and expects continued investment in strategic product areas.
  • Management expects existing cash, investments, and operating cash flow to cover operating, investing, and financing needs for the next 12 months. It gave no specific revenue or earnings guidance. A $0.06-per-share dividend declared July 29 was payable September 17, 2010.

Risks, contingencies, and unusual items

  • Patent litigation: On July 16, 2010, after quarter-end, an ITC administrative law judge initially found two Cognex patents invalid and no infringement by respondents. A final Commission determination was scheduled for November 16, 2010; Cognex said it intended to appeal an adverse decision. The company warned that adverse outcomes in the cited lawsuits could materially affect financial position, liquidity, results, or indemnification obligations. A separate Microscan patent case had a September 13, 2010 trial date.
  • Tax uncertainty: Cognex was under Japanese tax audit concerning a claimed permanent establishment of its Irish subsidiary. Tax reserves totaled $6.9 million, including interest and penalties; $2.0 million was classified as current while the company awaited a possible Japan/Ireland settlement. The company had prepaid approximately $8.7 million to Japanese authorities.
  • Foreign exchange and investments: Cognex uses currency forwards but does not apply hedge accounting; gains and losses may not fully offset underlying exposures. International investments now include corporate bonds, sovereign debt, and agency bonds, in addition to municipal bonds. The company reported a $19.1 million foreign-currency translation loss in other comprehensive income during the half year.
  • Other items: The Finland facility closure was expected to yield approximately $0.65 million in 2010 cost savings; $0.1 million of restructuring obligations remained at July 4. Revised stock-option forfeiture estimates reduced compensation expense by approximately $0.6 million in Q2. The filing reported no impairment charges in the 2010 half year.
  • Principal disclosed risks include global economic conditions, industry cyclicality, currency movements, customer concentration, suppliers, product transitions and demand forecasting, competition, intellectual-property protection, litigation, acquisition integration, and potential tax or impairment charges.

Important facts for investors to verify

  • How much of reported revenue growth reflects underlying demand versus the $2.4 million first-half benefit from the new revenue-recognition rules.
  • Whether the factory-automation recovery continues and whether semiconductor/electronics orders remain strong given the limited visibility noted by management.
  • The outcome and financial impact, if any, of the ITC determination, the Microscan litigation, and other patent matters.
  • The outcome of the Japanese tax audit and any change to the $6.9 million tax reserve or approximately $8.7 million tax prepayment.
  • Whether operating cash generation remains sufficient as cash balances, investment mix, foreign-exchange effects, and dividends evolve.
