Product gross margin was 57.2%, versus 51.6%; subscription and support gross margin was 68.2%, versus 65.8%. Management attributed improved product gross profit to higher sales, lower intangible amortization and warranty costs, and favorable purchase-price variances as supply conditions eased; higher excess and obsolete inventory reserves partly offset these benefits. Subscription and support growth reflected continued subscription-business expansion, partly offset by higher cloud-service costs.
Operating expenses increased 18.6% to $177.0 million, including higher research and development, sales and marketing, and general and administrative costs. Share-based compensation rose to $19.9 million from $13.8 million. Interest expense was $4.3 million, up from $3.8 million, primarily due to higher rates.
Balance sheet, debt and liquidity
- Cash and cash equivalents were $224.4 million at September 30, 2023, down from $234.8 million at June 30, 2023. Net cash declined $10.4 million during the quarter.
- Net accounts receivable was $131.5 million; inventory was $100.8 million, up from $89.0 million at June 30.
- Debt principal outstanding was $197.5 million, all under the term loan; the reported carrying amount of total debt was $194.6 million. The interest rate was 7.45%. The company had no revolver borrowings and reported $135.5 million of availability under its $150 million revolving facility, with $14.5 million of letters of credit outstanding.
- Operating cash flow of $75.6 million was supported by collections of receivables and higher deferred revenue, and partly offset by inventory and other working-capital outflows. Investing cash use was $4.3 million, primarily for property and equipment. Financing cash use was $81.5 million, including $24.9 million of share repurchases, $29.1 million of net tax-withholding payments on equity awards, and debt payments.
- Management said cash, operating cash flow and available revolver borrowings should fund planned operations for at least the next 12 months and into the foreseeable future. The company was in compliance with its credit agreement covenants.
Material changes, outlook and risks
- Revenue growth was driven primarily by strong product demand and higher shipments as supply constraints eased. Revenue from distributors increased substantially; three distributors each accounted for at least 18% of quarterly revenue. Jenne represented 75% of accounts receivable at quarter-end; the company said most of that balance was current and expected to be collected by December 31, 2023.
- Remaining performance obligations were $525.4 million, primarily deferred maintenance and SaaS revenue. The company expected to recognize approximately 46% in the remainder of fiscal 2024, 26% in fiscal 2025 and 28% thereafter.
- The company recorded $2.7 million of restructuring charges for a fiscal 2024 workforce-reduction plan. Separately, a facilities and lab relocation plan is expected to take 12–15 months from September 30, 2023, with approximately $11 million of charges expected over that period. In October 2023, the company initiated an additional global workforce-reduction plan; its timing and financial impact were still being evaluated.
- No specific revenue or earnings guidance was provided in the filing. Management described the enterprise networking market as an opportunity for cloud-managed and subscription-based solutions, while noting that actual results may vary and interim results are not necessarily indicative of future periods.
- Key disclosed risks include uncertain economic conditions and reduced IT spending, supply-chain disruption and reliance on third-party manufacturers and component suppliers, competition, product-development and adoption risks, expense control, foreign-currency exposure, and pending or future litigation. The company reported patent disputes in Germany and a software copyright, contract and fraud case set for trial in October 2024; outcomes and potential losses are uncertain.
- Other items to monitor include $94.7 million of inventory purchase commitments, $32.3 million of supplier service commitments, and $61.0 million of operating lease obligations. The company reported no material off-balance-sheet arrangements. It had $18.3 million of unrecognized tax benefits and a full valuation allowance against U.S. federal and state deferred tax assets and part of its Irish deferred tax assets.
Important facts for investors to verify
- Whether product demand and improved supply availability persist, and whether inventory levels and excess/obsolete reserves remain appropriate.
- Whether growth in subscription and support revenue continues and translates into durable margins; monitor conversion of the $525.4 million in remaining performance obligations.
- Collection of the concentrated Jenne receivable and changes in distributor concentration in revenue and receivables.
- Cash generation after share repurchases, equity-award tax payments, debt service and committed purchases; monitor the 7.45% variable borrowing rate and covenant compliance.
- Costs, timing and expected savings from the disclosed workforce and facilities restructuring plans.
- Developments and potential financial effects of the patent and software litigation, which the filing does not quantify clearly.
