Performance, cash flow, and changes
- Q3 net income rose 8.5% year over year, despite net interest income declining 5.5%. Lower loan balances and yields reduced interest income; reduced funding costs partly offset the decline. Q3 efficiency ratio increased to 73.0% from 63.5%.
- Nine-month net income fell 1.6%. Net interest income declined 5.9%, while noninterest income rose 10.7%, largely reflecting a $786,000 gain on foreclosed real estate, including a favorable legal settlement. Noninterest expense increased 5.1%; the nine-month efficiency ratio rose to 67.0% from 61.9%.
- Nine-month operating cash flow was $9.6 million, versus $13.3 million in 2010; investing cash flow was a use of $8.6 million, versus a source of $7.1 million; financing cash flow was a source of $11.4 million, versus a use of $17.6 million. Cash increased $12.4 million.
- Assets increased 3.2% from year-end. Loans declined $11.1 million; securities increased, and all securities were classified available-for-sale at quarter-end. In August, the company transferred its remaining held-to-maturity portfolio to available-for-sale; $16.4 million of book value was transferred, with a $1.0 million unrealized gain recorded in other comprehensive income.
- Core checking, savings, and money-market deposits grew; certificates of deposit declined 8.6% from year-end. Management attributed increased cash and short-term balances to deposit growth and reduced loan originations.
Credit quality, capital, risks, and outlook
- Nonperforming loans were $19.7 million, down 18.3% from $24.1 million at year-end; they equaled 4.84% of loans. The allowance was 2.05% of loans and 42.46% of nonperforming loans. Nine-month net charge-offs were $3.4 million, up from $2.0 million; provision expense was $2.6 million, down from $4.1 million.
- Credit risk remains concentrated in commercial real estate participation loans: $11.7 million of such loans were classified substandard and on nonaccrual. Total troubled debt restructurings were reported at about $13.6 million. Foreclosed real estate fell to $1.6 million from $3.3 million at year-end.
- Four pooled trust-preferred securities had $5.2 million cost basis and $1.34 million fair value, with $3.87 million in unrealized losses; cumulative recognized credit impairment was $264,000, with no additional impairment recorded in the first nine months. Three securities with $3.9 million cost basis were in payment-in-kind status and nonaccrual. Management’s impairment assessment depends on estimated defaults, deferrals, recoveries, and cash flows.
- Regulatory capital exceeded stated minimums: total risk-based capital ratio 14.0%, Tier 1 risk-based ratio 12.8%, and Tier 1 leverage ratio 9.1%. Four below-investment-grade trust-preferred securities increased risk-weighted assets, according to management.
- Management said liquidity and borrowing capacity were sufficient to fund $82.6 million of loan commitments and $7.8 million of standby letters of credit. About 44.7% of commitments were variable-rate. The filing gives no earnings or financial forecast; management cautioned that weak growth, elevated unemployment, real estate weakness, regulation, and funding-market conditions could adversely affect results.
- The Bank’s FDIC resolution was rescinded September 30, 2011 after regulators found satisfactory compliance. The filing says Bank-to-parent dividends no longer required prior DFI and FDIC approval beginning in Q4 2011; Bancorp dividend declarations remained subject to Federal Reserve consent. The declared $0.15 Q3 dividend was paid October 7.
- In litigation related to alleged fraudulent loan-participation transfers, a federal court granted partial summary judgment for the Bank on one loan, involving estimated exposure of approximately $1.15 million; plaintiffs sought reconsideration after quarter-end. A related Minnesota action sought about $1.94 million in interest and fees. Both matters remained contested; the filing does not provide a clear estimate of ultimate loss or any recorded litigation accrual.
- Management reported disclosure controls effective as of September 30 and no material change in internal control over financial reporting during the quarter.
