MITEK SYSTEMS INC annual report, FY2013

Mitek Systems, Inc. — FY2013 Form 10-K Summary

Business context and reporting period. This is an annual report for the fiscal year ended September 30, 2013, not a standalone fourth-quarter report; the filing does not provide a clear separate Q4 financial summary. Mitek develops and sells mobile imaging software that captures, corrects and extracts data from document images, mainly for financial-services and business applications. Mobile Deposit remained its principal product. Of 1,420 financial institutions with deployment agreements, 805 had launched Mobile Deposit by year-end. Mitek reported one operating segment.

Gross profit and margins are calculated from reported revenue and cost of revenue. FY2013 cost of revenue was $1.60 million. Cash, cash equivalents and investments totaled approximately $29.03 million. Cash flow from investing was positive $0.57 million and financing was positive $16.64 million, including $16.00 million of net proceeds from a public stock offering. The former $400,000 bank credit facility expired in January 2013 with no borrowings outstanding. Capital lease obligations were $83,673 at year-end.

Material changes versus the prior comparable year

  • Revenue increased 63%, primarily from higher Mobile Deposit license sales, including larger partner and customer licenses and the timing of renewals; maintenance and professional services revenue also grew 51%.
  • Cost of revenue rose 27%, slower than revenue growth, and its share of revenue declined from 14% to 11%, which management attributed largely to a higher mix of mobile products.
  • Operating loss narrowed by approximately $0.58 million, but the company remained loss-making. Selling and marketing expense rose 70% and general and administrative expense rose 40%; the latter increase included $1.71 million of additional legal fees related to intellectual-property litigation and patent prosecution.
  • Cash and investments increased substantially, mainly reflecting the equity offering. The offering and related overallotment issued shares at $5.25 per share; year-end common shares outstanding were 30.36 million, versus 26.00 million a year earlier.
  • One customer generated 24% of FY2013 revenue, compared with three customers each contributing 12%–15% in FY2012. International sales were 3% of revenue, down from 5%.

Outlook, management commentary, risks and contingencies

  • Management expected FY2014 research and development expense to remain relatively consistent with FY2013 as new-product development continued. It gave no clear revenue or earnings guidance.
  • Management said current capital resources and expected operating cash flows should meet working-capital and capital-expenditure needs for at least 12 months, while cautioning that longer-term growth may require additional capital.
  • Growth depends on adoption of mobile banking and successful expansion into other markets. Implementation cycles commonly take at least three to six months and can be longer; only 805 of 1,420 contracted Mobile Deposit institutions had launched by year-end.
  • Revenue is concentrated in mobile imaging technology and is affected by license-renewal and purchase timing. Most mobile license revenue is recognized upfront when recognition criteria are met, making results sensitive to transaction timing and implementation.
  • Competition, potential price pressure, product defects or security breaches, reliance on key employees, and the ability to protect patents and develop new products are material business risks. Management reported 18 issued patents and 21 applications pending as of November 2013.
  • USAA litigation included claims concerning Mitek patents and alleged use of confidential information; the court dismissed USAA’s Lanham Act claim in February 2013. Mitek said it intended to defend its position and did not expect USAA’s claims to materially affect its financial condition or results. Mitek also sued Top Image Systems and TIS America for alleged patent infringement; defendants denied the allegations. Outcomes remain uncertain.
  • The board periodically considered strategic alternatives, including financing, alliances, acquisitions or a possible sale, but reported no agreement or commitment to a specific transaction.
  • Deferred tax assets were fully offset by a valuation allowance. Mitek had not completed a study to determine whether ownership changes could limit use of its tax-loss carryforwards.

Important facts for investors to verify

  • Whether license renewals and large partner purchases continue to support growth, given upfront revenue recognition and the timing-related variability described in the filing.
  • Whether the contracted-but-not-yet-launched institutions complete implementation and contribute recurring maintenance or other revenue.
  • How the 24% customer revenue concentration and changes in customer purchasing affect future revenue.
  • Developments and potential financial effects of the USAA and Top Image Systems litigation.
  • Cash usage, progress toward profitability, and whether the stated 12-month liquidity outlook remains adequate.
  • Potential Section 382 ownership-change limits on tax attributes. The filing states that audited financial statements received an unqualified opinion and management and the auditor assessed internal controls as effective at September 30, 2013.
