Material Changes Versus the Prior Comparable Period

  • HRS revenue growth of 17% materially exceeded payroll service revenue growth of 4%, driven by Paychex HR Services, including ASO and PEO offerings, online HR solutions, and retirement services.
  • HRS revenue benefited from a new PEO minimum-premium health care option, which represented approximately 7% of total HRS revenue during the quarter.
  • Total expenses increased 12% to $399.3 million. Compensation-related expenses increased 7%, while other expenses increased 22% due primarily to the new PEO health care offering and continued investment in product development and technology.
  • Operating income increased 5%, below the 9% increase in total revenue, resulting in lower reported operating margin.
  • Operating cash flow declined modestly despite higher net income, primarily because of timing-related changes in operating assets and liabilities.
  • Paychex acquired nettime solutions, LLC, a cloud-based time and attendance provider, for approximately $27.5 million net of cash acquired. Goodwill increased to $563.4 million from $540.3 million.
  • The company repurchased 0.9 million shares for $37.5 million, versus 2.1 million shares for $83.9 million in the prior-year quarter. Approximately $312.5 million remained available under the $350 million authorization.
  • Net unrealized gains on available-for-sale securities increased to $41.0 million from $34.5 million at May 31, 2014, while the fair value of available-for-sale securities decreased to $2.77 billion from $3.39 billion due principally to portfolio composition changes.

Guidance, Outlook, Risks, and Unusual Items

Management stated that fiscal 2015 guidance was unchanged from June 2014, assuming current market, economic, and interest-rate conditions continue:

Fiscal 2015 measureGuidance
Payroll service revenue growth3%–5%
HRS revenue growth16%–19%
Total service revenue growth8%–10%
Net income growth6%–8%
Capital expenditures$110 million–$120 million
Depreciation expense$95 million–$100 million
Amortization of intangible assets$15 million–$20 million

Management expects cash, corporate investments, and projected operating cash flow to fund normal operations, capital expenditures, acquisitions, share repurchases, and dividends for the foreseeable future. The company had $750 million available under a committed unsecured credit facility and $900 million of unused secured short-term lines of credit; no amounts were outstanding at quarter-end. It also had $43.0 million of standby letters of credit, none drawn.

Interest-rate conditions remain a significant earnings factor. The combined investment portfolio earned an average rate of 1.1%, and management stated that a 25-basis-point change in interest rates would affect after-tax earnings by approximately $4.0 million over the following 12 months under normal conditions. A hypothetical 25-basis-point increase in longer-term rates could reduce the fair value of available-for-sale securities by approximately $20 million to $25 million, with the effect generally recorded in equity unless impairment occurs.

Other risks include changes in employment and wage levels, competition and demand, regulation of payroll and benefits services, insurance claims and workers’ compensation reserves, technology and cybersecurity failures, business interruptions, third-party service-provider failures, internal-control weaknesses, and legal or employment-related claims. Management believes existing legal matters will not materially affect results, but acknowledges that outcomes are uncertain.

The company reported $1.3 million of unrealized losses on securities and concluded that the securities were not other-than-temporarily impaired. PEO workers’ compensation reserves totaled $25.3 million at August 31, 2014. The filing states that the recently adopted accounting guidance had no material effect and that the company did not anticipate a material effect from the newly issued guidance discussed in Note A.

Important Facts for Investors to Verify

  • Whether HRS growth, particularly PEO and the minimum-premium health care offering, remains within the 16%–19% fiscal 2015 guidance range.
  • Whether expense growth and technology investment pressure operating margins relative to the 8%–10% service-revenue growth outlook.
  • The sensitivity of interest income, investment fair values, and comprehensive income to changing interest rates and municipal-bond credit conditions.
  • The adequacy of PEO workers’ compensation and health insurance reserves as claims develop.
  • The financial contribution and integration progress of the nettime solutions acquisition.
  • The pace of share repurchases and dividend growth, including the remaining $312.5 million authorization.
  • The company’s continued ability to maintain liquidity while administering approximately $4.0 billion of client fund obligations.
