PEOPLES BANCORP INC quarterly report, Q2 FY2013

Business context and reporting period

Peoples Bancorp Inc. is an Ohio-based regional banking and financial services company serving southeastern Ohio, west central West Virginia and northeastern Kentucky. This unaudited Form 10-Q covers the quarter and six months ended June 30, 2013; balance-sheet comparisons are to December 31, 2012. Dollar amounts below are in millions unless noted.

Financial performance and condition

  • Earnings: Second-quarter net income was $4.9 million, or $0.46 per diluted share, versus $5.0 million and $0.47 a year earlier. First-half net income was $9.9 million, or $0.93 per diluted share, versus $11.7 million and $1.10 in 2012.
  • Revenue and margin: Second-quarter net interest income was $13.2 million, down 3% year over year but up 1% from the prior quarter. First-half net interest income was $26.1 million, down 3%. Net interest margin was 3.15% for Q2 and 3.14% for the first half, compared with 3.43% and 3.42%, respectively, in 2012. Second-quarter other income was $9.2 million; other expense was $16.4 million.
  • Credit costs and asset quality: Peoples recorded a $1.5 million loan-loss recovery in Q2 and a $2.5 million recovery for the first half, compared with recoveries of $1.1 million and $3.3 million in the comparable 2012 periods. Nonperforming assets were $10.8 million, or 0.57% of assets, versus $14.7 million and 0.76% at year-end. The allowance was $17.1 million, or 1.66% of loans, versus $17.8 million and 1.81%.
  • Cash flow: First-half operating cash flow was $20.3 million; investing activities used $27.6 million and financing activities used $17.5 million. Cash and cash equivalents declined $24.8 million to $37.8 million.
  • Balance sheet and funding: Total assets were $1.90 billion, down from $1.92 billion at year-end. Loans grew $45.1 million to $1.03 billion. Deposits declined $56.5 million to $1.44 billion; short- and long-term borrowings totaled $218.2 million, up from $176.6 million. Stockholders’ equity was $219.1 million, down $2.6 million.
  • Capital and liquidity: The Tier 1 common ratio was 14.17%, total risk-based capital was 15.54%, and leverage was 9.04%. Management reported liquid assets of $234.6 million, 11.6% of total assets and unfunded commitments, above the $40.5 million policy minimum.

Material changes versus prior periods

  • First-half earnings declined primarily because non-interest expenses increased and loan-loss recoveries were lower than in 2012. Net interest income and margin were pressured by lower yields as assets repriced or were reinvested at lower rates.
  • Fee income benefited from insurance and investment-business acquisitions, while deposit service charges and mortgage banking income were lower year over year. Expenses increased with acquisitions, staffing and rebranding investments.
  • Available-for-sale securities shifted from a $10.6 million net unrealized gain at year-end to a $6.1 million net unrealized loss at June 30. First-half other comprehensive loss was $10.8 million, reducing equity; management attributed unrealized losses largely to market-rate and spread changes and reported no securities as other-than-temporarily impaired.
  • Criticized loans decreased 27% from year-end, and nonperforming assets continued to improve. Loan growth was funded partly by increased short-term borrowing as deposits declined.

Outlook, commentary and risks

  • Management targeted a 2013 efficiency ratio of 68%–70%; Q2 was 71.71%. It expected Q3 non-interest expense of approximately $16.7 million, excluding new acquisition-related costs, and projected $350,000–$400,000 of pension settlement charges in Q3.
  • Management expected the recent steepening of the yield curve to benefit Q3 results, while identifying earning-asset growth as important to offsetting margin compression. It expected the Ohio Commerce acquisition to add $0.4–$0.5 million in quarterly operating expenses beginning in Q4, plus an estimated $1.0 million in one-time costs.
  • On July 2, 2013, Peoples agreed to acquire Ohio Commerce Bank for approximately $16.5 million in cash, subject to regulatory and shareholder approval; completion was anticipated in Q4 2013. Three insurance agency acquisitions were completed in the first half and were not individually or collectively material.
  • In July, Peoples began steps to surrender approximately $43 million of bank-owned life insurance with a $36.5 million cost basis. The process could take up to six months and, if completed, would result in a tax liability; the filing does not state a clear amount for that liability.
  • Key disclosed risks include interest-rate and securities-market changes, credit deterioration, deposit and funding availability, regulatory changes, cybersecurity, and successful completion and integration of acquisitions. Management said pending legal matters were not expected to have a material adverse effect and reported no material changes to previously disclosed risk factors.

Important facts for investors to verify

  • Whether loan growth, deposit trends and increased borrowings remain sustainable, and how they affect liquidity and funding costs.
  • Whether improving credit metrics and loan-loss recoveries persist, including trends in commercial real estate exposures and criticized loans.
  • How market-rate changes affect securities values, equity, net interest margin and the estimated interest-rate sensitivity of earnings.
  • Regulatory and shareholder approval, timing, purchase accounting and integration costs for the Ohio Commerce acquisition.
  • The amount and timing of any tax expense arising from the planned bank-owned life insurance surrender, and whether projected Q3 expenses and pension charges occur.
