Material changes versus comparable periods
- First-half net income was nearly flat year over year, while Q2 net income fell 2.8%. Lower net interest income reflected the 29-basis-point margin decline; first-half net interest income decreased $479,000.
- The lower loan-loss provision supported earnings: it declined $641,000 in the first half from 2011, which management attributed primarily to improved overall portfolio credit quality. Net charge-offs were approximately $774,000, including $755,000 from one out-of-area loan relationship.
- First-half noninterest income declined 27.7%. The prior-year period included $370,000 of securities-sale gains and a $100,000 BOLI benefit; neither was recorded in the first half of 2012. Deposit service charges also fell, which management linked partly to Dodd-Frank-related changes to the courtesy overdraft program.
- First-half noninterest expense declined 5.2%, including lower salaries, professional fees, and deposit insurance premiums. The company recorded a $52,000 impairment on repossessed properties.
- Available-for-sale and held-to-maturity securities totaled $69.996 million at June 30, down about $16.5 million from year-end. Management cited high levels of called bonds in the low-rate environment. Residential loans increased $6.5 million, partly offsetting decreases in commercial, commercial real estate, and installment lending.
Outlook, risks, and unusual items
- The filing provides no quantified earnings or financial guidance. Management said it believed capital and profitability were sufficient for current and projected liquidity needs.
- Management identified economic conditions, interest-rate fluctuations, regulatory policy, loan demand, and competition as factors that could cause results to differ from expectations. It also warned that volatile conditions could quickly change asset values, the loan-loss allowance, capital, and liquidity.
- Credit remains a key risk: commercial real estate loans were $139.405 million; nonaccrual loans were $3.905 million, or 1.40% of total loans. Total past-due and nonaccrual loans were $6.177 million, compared with $7.684 million at year-end 2011. Foreclosed assets held for sale were $1.983 million.
- A $110,000 tax benefit from resolution of a tax contingency reduced first-half federal income taxes. First-half effective tax rate was 17.0%, compared with 18.3% a year earlier; Q2’s rate was 24.2%, versus 18.3%.
- Off-balance-sheet exposures included $33.305 million of commitments to extend credit, $17.507 million of loan-origination commitments, $13.255 million of overdraft and ready-reserve lines, and $0.666 million of standby letters of credit. Management did not anticipate material losses from these instruments.
- Management reported effective disclosure controls, no material change in internal control over financial reporting, and no material change in previously disclosed risk factors. Legal proceedings were limited to ordinary routine litigation.
Important facts for investors to verify
- Whether the lower net interest margin persists and how interest-rate movements affect funding costs and asset yields.
- Credit quality trends, including the large single-relationship charge-off, commercial real estate exposure, nonaccrual loans, and the adequacy of the allowance.
- Whether deposit growth and elevated cash balances are sustained, and how the shrinking securities portfolio and loan mix affect future earnings and liquidity.
- The sustainability of earnings after the one-time tax benefit and the absence of prior-year securities gains and BOLI benefit; also monitor fee income affected by overdraft-program changes.
- Capital ratios, dividends, and off-balance-sheet commitments, including any material developments not quantified in this interim filing.
