Xcel Brands, Inc. annual report, FY2011

Xcel Brands, Inc. — 2011 Form 10-K

Reporting period: Fiscal year ended December 31, 2011; filed March 23, 2012. The company acquired the Isaac Mizrahi business on September 29, 2011. Accordingly, the audited statements present a short Successor period (September 29–December 31, 2011) and separate Predecessor results; these are not directly comparable. The filing also provides unaudited pro forma full-year comparisons.

Business context and results

Xcel’s business is brand licensing, design and marketing, primarily for the Isaac Mizrahi brands, with additional design services for Liz Claiborne New York (LCNY). It generally relies on licensees to produce and sell products rather than manufacturing inventory itself. QVC is a key partner.

MetricReported result
Successor-period licensing and design revenue$2.898 million gross; $2.646 million after $0.252 million of direct licensing costs
Successor-period operating loss / net loss$0.513 million / $0.869 million; basic and diluted loss per share was $0.15
Fourth-quarter 2011 unaudited results$2.599 million net licensing and design revenue; $0.290 million operating income; $0.065 million net loss
2011 unaudited pro forma full year$11.375 million net licensing and design revenue; $3.939 million operating income; $1.172 million net income; basic/diluted EPS $0.20/$0.18
2010 unaudited pro forma full year$9.796 million revenue; $4.318 million operating income; $1.418 million net income; basic/diluted EPS $0.25/$0.22

The unaudited pro forma comparison indicates revenue grew about 16% in 2011, while operating income and net income declined. Management attributed revenue growth to higher QVC and LC royalties and new licensees, partly offset by lower vendor royalties and direct licensing costs. Expenses rose with expanded operations, public-company costs and stock compensation. Pro forma results assume the acquisition and financing had occurred at the start of each year and are not actual reported full-year results.

Q4 distinction: The quarterly table reports the Successor fourth quarter separately from the July 1–September 28 Predecessor period and the September 29–30 transition stub. The filing does not present a directly comparable prior-year Q4 result for the Successor entity.

Cash flow, financial position and debt

MetricDecember 31, 2011 / period result
Cash and cash equivalents$2.718 million; restricted cash was $0.175 million
Current assets / current liabilities$5.570 million / $1.491 million; reported working-capital ratio 3.73
Total assets / liabilities / equity$64.954 million / $48.336 million / $16.618 million
Operating / investing / financing cash flow$(2.059) million / $(11.991) million / $16.768 million for the Successor period
Senior term loan$13.5 million principal; $12.344 million net carrying amount; fixed 8.5% cash interest, with principal amortization beginning in 2013
Other major recorded obligationsSeller note: $5.765 million carrying amount; Earthbound installment obligation: approximately $1.158 million; contingent obligations to seller: $17.765 million

Operating cash use reflected the net loss and a $2.191 million increase in receivables, which management said was collected in January 2012. Investing cash use primarily funded the acquisition and related assumed obligation. Financing cash came mainly from the $13.5 million loan and $4.305 million private placement.

Material changes, outlook and risks

  • Acquisition and financing: The Isaac Mizrahi business was acquired for stated purchase consideration of $48.579 million, including cash, stock, seller financing and contingent consideration. The preliminary allocation included $57.596 million of trademarks and other intangibles, offset in part by deferred tax liabilities. Xcel also raised $4.305 million in a private placement.
  • Revenue concentration: QVC generated 67% of Successor-period revenue and accounted for 87% of year-end receivables. LCNY and the related QVC design agreement contributed 13% and 10% of Successor-period revenue, respectively. QVC’s agreement ran through September 30, 2015, subject to renewal and termination provisions.
  • Licensing expansion: Xcel reported 18 additional Isaac Mizrahi licenses at year-end 2011 and 23 by March 23, 2012. Management expected most new licensees to begin product sales in fall 2012 or spring 2013; recognized revenue to date included guaranteed minimums. Management expected expansion to diversify revenue and reduce QVC concentration.
  • Liquidity outlook: Management believed cash and anticipated operating cash flow would cover operating needs and debt service for at least the next 12 months. This depends on licensee performance. The company had $1.3 million of cash obligations under the loan and installment obligation through 2012, while the term loan also imposed minimum liquidity, EBITDA, leverage and fixed-charge coverage covenants. Xcel reported compliance with covenants at year-end.
  • Risks and contingencies: Key risks include reliance on QVC and a limited number of licensees, brand acceptance and execution, dependence on Isaac Mizrahi and key executives, limited operating history under the new structure, thinly traded OTC shares, dilution from warrants and potential earn-out shares, and the secured debt’s claim on substantially all IM Brands assets and trademarks. The company recorded $15.0 million of potential royalty earn-outs and a $2.765 million QVC earn-out obligation; management considered the QVC target probable. Earn-out carrying values may change with revised expectations.
  • Unusual items and controls: Successor-period expenses included $0.498 million of acquisition and due-diligence costs, described as non-recurring, and $0.530 million of stock-based compensation. The auditor issued an unqualified opinion on the financial statements. Management concluded disclosure controls and internal control over financial reporting were effective; the auditor did not attest to internal controls.

Investor verification priorities

  • Reconcile the reported fourth-quarter figures with the Successor-period statements and distinguish them from Predecessor and pro forma results.
  • Verify collection of the $2.191 million receivable increase and subsequent cash generation against liquidity covenants and debt-service needs.
  • Track QVC sales, receivable concentration, renewal terms and the launch and performance of the newer licensees.
  • Review the terms, valuation and potential share dilution from the seller note, royalty earn-outs, QVC earn-out, warrants and options.
  • Confirm the company’s covenant compliance and the status of the registration statement and resale-eligible shares.
