Material changes and management commentary
- Q3 sales rose 4.7%, driven primarily by approximately 6% higher volume, partly offset by approximately 1% unfavorable price/mix and modest foreign-exchange headwinds. LED-based products were approximately two-thirds of sales.
- Gross margin declined in both comparisons. Management attributed pressure to manufacturing costs, including quality costs, freight and wages, and to a lesser extent unfavorable price/mix; lower material and component costs and higher sales partly offset this.
- Nine-month operating cash flow decreased $64.6 million year over year, primarily due to higher operating working-capital requirements and incentive-compensation payments for prior-year performance. Inventory increased to support anticipated sales and improve customer service.
- Reported earnings include unusual items: the nine-month period included a $7.2 million gain on sale of an investment; special charges were $1.7 million versus $10.2 million a year earlier. Management also reported $1.6 million of manufacturing inefficiencies related to a facility closure in its adjusted-results reconciliation. Adjusted measures are non-GAAP and exclude specified items.
- Management estimated the FY2017 effective tax rate at approximately 34.5% before additional discrete items, and expected capital spending of approximately 2% of sales. It stated that available cash, borrowing capacity and projected operating cash flow should meet liquidity needs over the next 12 months.
Outlook, risks and contingencies
Management expected softness in North American lighting demand to persist through the remainder of calendar 2017, followed by improving market growth rates in 2018. It cited favorable quoting activity and positive longer-term market drivers, and aimed to outperform served markets through new products, integrated lighting and building-management solutions, and expansion into underpenetrated geographies and channels. Management was addressing supply-chain issues and accelerating product-cost-reduction programs. These statements are forward-looking, not guaranteed results.
- Trade compliance: Distech Controls had self-reported potential U.S. and Canadian sanctions/export-control violations relating to shipments with approximately $0.3 million in revenue. Former shareholders provided a capped indemnity supported by escrow. The company considered coverage sufficient and did not expect a material adverse effect, but cautioned that losses or penalties could exceed it.
- Other shipment review: The company identified misclassified and inaccurately valued international shipments at other subsidiaries and was reviewing potential liabilities and remediation. It could not determine the likelihood or amount of any loss.
- Other exposures: Routine legal claims, product warranty and recall costs, and market risks including interest rates, foreign exchange and commodity prices. Management said no material changes to other reserves or market-risk exposure were reported; actual legal and warranty costs could exceed estimates.
- Management reported disclosure controls effective at a reasonable-assurance level and no material change in internal control over financial reporting during the quarter.
