Sales growth reflected approximately 7% higher volume and about 1% from acquisitions, partly offset by approximately 3% unfavorable price/mix. LED-based luminaires were about two-thirds of sales. Lower pricing, product and channel mix, higher materials, components, freight and wages, and increased selling, distribution and administrative costs weighed on profitability.
- Cash flow: Operating cash flow was $353.2 million, versus $336.6 million in FY2017. Capital expenditures were $43.6 million, implying operating cash flow less capex of approximately $309.6 million.
- Cash and liquidity: Cash was $129.1 million at year-end, down $182.0 million. The company reported $794.7 million of available borrowing capacity under its new credit agreement, net of specified letters of credit, and said it expected to meet near-term and long-term liquidity needs.
- Debt: Total debt was $356.8 million, broadly unchanged from $356.9 million. The company had no revolving-credit borrowings at year-end. Debt-to-total-capitalization was 17.2%; net debt-to-capitalization was 11.7%, up from 2.7%.
- Capital returns: FY2018 dividends were $0.52 per share. The company repurchased 2.0 million shares for $298.4 million and had 5.2 million shares remaining under its new authorization.
- Fourth quarter: Sales were $1,061.2 million, gross profit $412.3 million, net income $108.2 million, and diluted EPS $2.70. FY2017 fourth-quarter figures were $957.6 million, $406.9 million, $90.5 million, and $2.15, respectively.
Material changes and unusual items
- GAAP net income and EPS rose despite lower operating profit, primarily because the effective tax rate fell to 17.9% from 34.7%. FY2018 included $34.6 million of discrete tax benefits associated with the Tax Cuts and Jobs Act; the company cautioned that its tax accounting remained provisional.
- Adjusted net income declined slightly, illustrating that the reported earnings increase was not matched by growth in this measure. Adjusted figures exclude specified items and are non-GAAP measures.
- Cash was used for $163.2 million of acquisitions, $298.4 million of share repurchases, capex, and dividends. Acquisitions included IOTA Engineering and Lucid Design Group; their FY2018 contributions were described as immaterial.
- Special charges were $5.6 million, primarily associated with facility consolidation and workforce reductions, partly offset by reversals of prior charges. Remaining restructuring reserves were $10.1 million; additional facility closure and relocation costs were expected.
- Other unusual items included a $5.4 million gain on sale of the Spanish lighting business and $3.1 million of excess-inventory costs related to a facility closure.
Outlook, commentary, and risks
- Management cited third-party forecasts indicating low-single-digit growth for the North American lighting market in FY2019 and said it expects to outperform its served markets over the long term. It does not provide formal financial guidance.
- Management expected a challenging pricing environment, particularly for basic products, and continuing adverse product-mix effects. Tariffs on certain Chinese imports could pressure margins, especially early in FY2019; mitigation plans included alternative sourcing, insourcing, and price increases.
- Management estimated a FY2019 effective tax rate of approximately 25% before discrete items and expected the tax law to benefit future net income, EPS, and cash flow. It also planned FY2019 capex of approximately 1.5% of sales.
- Key exposures include construction-market cyclicality, competitive pricing, input and freight costs, tariffs and trade-policy uncertainty, foreign-exchange movements, reliance on Mexican manufacturing and Maquiladora status, labor negotiations, product warranty/recall exposure, and cybersecurity and data-privacy risks.
- A consolidated securities class action alleges misleading statements concerning sales trends and profitable growth; the company disputes the claims and says it cannot reasonably estimate potential losses. A separate review of misclassified or inaccurately valued international shipments was ongoing, with loss exposure unclear.
- The company disclosed reports of a limited number of alleged thermal events involving certain nPP16 power-pack configurations. It said testing associated the events with external load-wiring faults, reported the matter to regulators, and did not believe a recall was necessary; it noted potential costs or reputational consequences could nevertheless be material.
- Management and the auditor reported effective internal control over financial reporting; the newly acquired IOTA and Lucid operations were excluded from the assessment.
Important facts for investors to verify
- Whether pricing, mix, tariffs, and higher input costs continue to erode gross and operating margins, and whether announced mitigation measures offset them.
- Whether cash conversion improves as receivables and inventory rise, and how acquisitions, buybacks, dividends, and future borrowing affect liquidity and leverage.
- How provisional Tax Cuts and Jobs Act estimates develop, including the FY2019 tax rate and the sustainability of the FY2018 earnings benefit.
- Updates on the securities class action, import/export compliance review, nPP16 reports, and any resulting reserves, costs, or regulatory action.
- Progress and realized savings from facility streamlining, and execution of integration plans for IOTA and Lucid.
