Changes and operating drivers

  • Quarterly sales growth was driven primarily by approximately 13% higher volume, partly offset by unfavorable price/mix of about 1% and foreign-exchange effects of 0.5%. Volume increased across most product categories and channels.
  • LED-based luminaire sales nearly doubled year over year in the quarter and exceeded 33% of sales; for the nine months, they more than doubled and exceeded 30% of sales.
  • Quarterly gross margin declined 50 basis points. Management cited warranty-related costs, unfavorable foreign exchange and price/mix, and inefficiencies ramping electronic-component production, partly offset by higher volume.
  • Nine-month gross margin improved 50 basis points, reflecting higher volume, lower material and component costs, and improved productivity, including the absence of prior-year Cochran-closure inefficiencies.
  • Prior-year results included special charges and other costs. Adjusted, non-GAAP nine-month operating profit increased 20.5% to $202.4, and adjusted diluted EPS rose 19.4% to $2.71. These company-defined adjusted measures exclude specified special charges, freight-fraud costs or recoveries, and manufacturing inefficiencies; they are not substitutes for GAAP results.

Outlook, risks, and unusual items

  • Management expected North American lighting-market growth in the mid-to-upper single digits for the remainder of calendar 2014 and anticipated improving, more broad-based demand. It expressed optimism about profitable growth but gave no specific full-year company revenue or earnings forecast.
  • Fiscal 2014 capital investment was expected to be approximately $45.0; $24.8 had been invested through May 31. Management expected LED electronic-component production ramp-up inefficiencies to weigh on gross margins over the next few quarters.
  • Management estimated a fiscal 2014 effective tax rate of approximately 35.5% before discrete items, assuming tax rates in relevant jurisdictions remained generally consistent.
  • Input-cost volatility, potential commodity and wage/health-care inflation, demand variability, foreign exchange, and execution of growth and productivity initiatives were identified as risks. Management said it believed liquidity would be adequate for the next 12 months and that existing funding sources would support long-term needs.
  • A recall of certain incandescent emergency light fixtures was announced May 28, 2014. The company accrued $4.5 for estimated costs during the first nine months; it said the estimate was uncertain and additional costs were possible, while not expecting a material adverse effect. Warranty-related reserves totaled $10.4 at May 31.
  • In the Trendset freight-service-provider fraud matter, the company had estimated an $8.1 loss and received $5.8 in recoveries during fiscal 2014. Further recovery amounts and timing were uncertain; the company also noted potential bankruptcy-related claims it believed were not probable.
  • The filing reported no material changes to previously disclosed risk factors and no material changes in market-risk exposure. Disclosure controls were assessed as effective at a reasonable-assurance level.

Important facts for investors to verify

  • Whether LED demand, sales volume, and pricing can sustain growth without further pressure on gross margins.
  • Actual costs and claim developments from the emergency-fixture recall, including whether the $4.5 accrual proves adequate.
  • Whether additional Trendset recoveries occur and whether bankruptcy-related claims or recovery efforts create further expense.
  • Progress on the LED component-production ramp, related margin effects, and planned fiscal 2014 capital spending.
  • Future cash conversion and working-capital needs, covenant compliance, and any changes to dividends or share repurchases.
