CIENA CORP quarterly report, Q3 FY2023

Ciena Corporation (CIENA) — Q3 FY2023 Form 10-Q

Reporting period: Fiscal quarter and nine months ended July 29, 2023; comparisons are to the periods ended July 30, 2022. Figures are unaudited. Amounts are in U.S. dollars.

Business context and results

Ciena supplies networking hardware, software and services to communications service providers, Web-scale providers, cable operators, enterprises and other network operators. Revenue growth was led by Networking Platforms, particularly Converged Packet Optical products. Management said customer orders had moderated from unusually high levels in fiscal 2021–2022 as supply and delivery lead times improved, while some customers deferred deliveries of earlier orders.

Q3 revenue increased 23.0%; nine-month revenue increased 22.4%. Q3 product revenue rose 26.4%, while services revenue rose 10.3%. Q3 operating expenses increased 18.2% to $370.7 million, including higher R&D, selling and marketing, and general and administrative costs. Product gross margin improved year over year; nine-month services gross margin declined to 47.2% from 50.1%.

For the first nine months, cash used in operations reflected $352.6 million of working-capital use, chiefly inventory, supplier payments and receivables, partly offset by net income adjusted for non-cash items. Cash and investments totaled $1.281 billion at July 29, 2023. Balance-sheet inventory was $1.193 billion, up from $946.7 million at fiscal year-end.

Carrying debt was approximately $1.56 billion, comprising term loans and 4.00% senior notes; cash and investments exceeded carrying debt by approximately $275 million. The $300 million asset-backed revolving facility had no borrowings outstanding, with $68.2 million of letters of credit supported by it. Current assets were $3.811 billion and current liabilities $965.7 million.

Material changes and notable items

  • Networking Platforms revenue rose 27.4% in the quarter and 29.2% year to date. Q3 growth included higher sales of 6500 RLS and 6500 Packet-Optical products. Blue Planet revenue declined 24.1% in the quarter and 11.2% year to date; its segment remained loss-making.
  • Q3 gross margin increased 270 basis points, which management attributed mainly to improved manufacturing efficiencies and lower product costs, partly offset by a less favorable product mix. Nine-month services profit and margin weakened.
  • Interest expense nearly doubled year over year in both the quarter and nine-month period, reflecting higher floating rates and additional borrowings. The effective tax rate also rose, primarily due to U.S. rules requiring capitalization of research and development expenses.
  • Nine-month interest and other income included a $26.5 million gain from remeasuring Ciena’s prior Tibit investment upon its acquisition. Ciena acquired Benu and Tibit for total consideration of approximately $291.7 million; reported acquisition revenue and earnings since acquisition were immaterial.
  • Ciena reported $2.1 billion of remaining performance obligations at July 29, of which it expected approximately 84% to be recognized within 12 months. This is not a guarantee of revenue in a particular period.
  • Ciena issued a $500 million 2030 Term Loan in January 2023. At quarter-end, reported rates were 7.00% on the 2025 Term Loan and 7.75% on the 2030 Term Loan; interest-rate swaps hedge portions of the exposure.

Outlook, risks and contingencies

The filing provides no specific numerical revenue or earnings guidance. Management expected backlog to continue declining during the remainder of FY2023 as supply conditions improved and customers placed fewer advance orders; it also expected reliance on quarterly orders to increase over time. Ciena expected extended supplier lead times and elevated supply-chain costs to persist at least through the first half of FY2024. Management believed available cash, investments, operating cash flows and other liquidity sources would meet anticipated needs for the next 12 months and the reasonably foreseeable future.

Key risks include customer delivery deferrals and order normalization, making backlog an uncertain indicator of near-term revenue; continued component shortages and supplier or manufacturing disruptions; excess or obsolete inventory; and margin variability from product, customer and project mix. Inventory rose amid advance component purchases and rescheduled customer deliveries. Ciena had $1.7 billion of purchase-order commitments to contract manufacturers and suppliers, only a portion of which was described as firm, non-cancelable and unconditional. Floating-rate debt, debt covenants, competition, pricing pressure, foreign exchange and customer spending changes are additional risks. Management did not expect ordinary-course tax matters or litigation to have a material effect on results, financial position or cash flows.

Important facts for investors to verify

  • Whether customer deferrals, order trends and backlog reduction affect future shipments and revenue; the filing does not state a current backlog total.
  • Whether elevated inventory converts to customer shipments or instead requires additional write-downs; inventory turns declined to 1.7 from 2.0 year over year.
  • Whether gross-margin improvement continues while supply costs, product mix and services margins remain variable.
  • How negative operating cash flow and working-capital needs evolve, given inventory levels and supplier commitments.
  • Interest costs and floating-rate exposure on term loans, including the extent and duration of hedging.
  • Customer concentration and segment performance, particularly continued weakness in Blue Planet and Global Services profitability.
