- Q3 revenue rose 12.1% year over year and 7.8% sequentially. Product revenue was $495.9 million and services revenue $107.7 million.
- Q3 gross-margin improvement reflected product mix, supply-chain efficiencies, and stronger service margins. For the nine-month period, product margin improved to 44.0%, while service margin fell to 37.6% from 38.4%.
- Revenue mix shifted toward Converged Packet Optical: Q3 segment revenue grew 26.5% to $382.0 million. Packet Networking grew 12.7% to $69.5 million and Software and Services grew 11.6% to $121.1 million. Optical Transport fell 53.2% to $31.0 million.
- At July 31, cash and cash equivalents were $532.9 million; short- and long-term investments totaled $185.3 million. Combined cash and investments were $718.2 million, up $231.7 million from October 31, 2013.
- Cash from operations was $16.0 million for the first nine months, down from $41.1 million. Working capital used $155.7 million, including $66.0 million for inventory and $55.7 million for receivables. DSO increased to 86 days from 78.
Debt, liquidity, and balance sheet
- On July 15, 2014, Ciena borrowed $250 million under a senior secured term loan, receiving approximately $246 million net of discount and issuance costs. The loan bears interest at LIBOR plus 3.00% (0.75% LIBOR floor), matures in July 2019, and requires quarterly principal installments.
- Convertible notes had approximately $1.2 billion of aggregate principal outstanding; the 2015 notes had a $187.6 million carrying value and mature in March 2015. Management expected term-loan proceeds to help repay those notes if holders did not convert.
- The amended ABL facility commitment rose to $200 million, maturity was extended to December 31, 2016, and the minimum unrestricted-cash requirement fell to $150 million. No ABL borrowings were outstanding; $56.0 million of letters of credit were supported by the facility.
- Total liabilities were $2.15 billion and stockholders’ deficit was $45.2 million at July 31. Management stated available liquidity was expected to cover operating needs, capital expenditures, and the 2015 notes through at least the next 12 months.
Material changes and management commentary
- Nine-month revenue increased 13.2%, led by 28.2% growth in Converged Packet Optical and 16.1% growth in Packet Networking. Optical Transport revenue declined 44.4%, reflecting migration from stand-alone transport platforms to converged architectures.
- Q3 operating income improved from the prior-year quarter, while nine-month results remained a net loss. The prior-year nine-month period included a $28.6 million noncash loss on extinguishment of debt; the 2014 period did not.
- In September 2014, after the quarter end, AT&T selected Ciena for its Domain 2.0 supplier program. Management said commercial concessions would significantly and adversely affect revenue and gross margin primarily in Q4 FY2014, with a proportionately smaller effect in Q1 FY2015 and a less significant effect thereafter. No quantified forecast was provided.
- Management cited constrained customer capital spending, intense competition, pricing pressure, and the risk that commercial concessions can depress margins or delay cash collection. It expects Optical Transport declines to continue as customers transition to next-generation networks.
- Inventory increased to $293.1 million, including higher finished goods and deferred cost of goods sold; the company recorded $22.0 million of excess and obsolete inventory provision in the first nine months, primarily related to product changes and discontinuations.
Risks, contingencies, and unusual items
- Revenue remains concentrated among a small number of service providers. One customer represented 21.6% of Q3 revenue; two customers together accounted for 24.3% of receivables at July 31.
- Floating-rate term-loan exposure: management estimated a 100-basis-point LIBOR increase would add $1.3 million to annualized interest expense. A similar rate shock would reduce investment value by an estimated $1.5 million.
- A conditional Ontario grant may provide up to C$25.0 million and is subject to recoupment if specified investment, employment, or project milestones are missed. Ciena had recorded C$21.5 million of benefit to date.
- Ciena had a $0.4 million accrual relating to an India tax assessment and estimated possible additional exposure of up to $2.8 million, which it had not accrued. The Graywire patent case remained stayed; management did not expect ordinary-course legal matters to have a material effect.
- Substantially all of $1.5 billion in net deferred tax assets was offset by a valuation allowance. Other material risks include supplier concentration, inventory obsolescence, foreign exchange, cyber-security, product performance, and substantial indebtedness.
Most important facts for investors to verify
- Track whether AT&T Domain 2.0 concessions reduce Q4 revenue and gross margin as management anticipated, and whether the opportunity produces longer-term business.
- Assess customer spending and concentration, particularly the largest customer’s share of revenue and the effect of service-provider capital budgets.
- Monitor Optical Transport declines, Converged Packet Optical growth, product mix, and continuing inventory provisions.
- Check conversion or repayment of the March 2015 notes, term-loan interest and covenants, and liquidity after working-capital needs.
- Follow DSO, inventory turns, operating cash generation, and the resolution of the India tax assessment and other contingencies.
