Financial position and cash flow

  • Q3 comparable sales fell 5.5%; digital sales declined 16.5%, while store sales declined 1%. Digital represented 26% of Q3 net sales. Beauty sales rose more than 70% in the quarter, and Accessories, including Sephora, outperformed the company average.
  • Q3 SG&A was $1.360B, up 1.9%; it rose to 33.5% of total revenue from 31.2%. Operating margin was 3.9%, down 82 basis points year over year.
  • For the nine months, operating cash flow was $379M, versus cash used of $425M in the prior-year period. Management cited stronger inventory management. Investing activities used $491M; financing activities provided $149M. Management reported Q3 operating cash flow of $151M.
  • At October 28, cash was $190M and inventory was $4.239B. Working capital was $564M and the current ratio was 1.14, versus $948M and 1.21 a year earlier.
  • Revolving-credit-facility borrowings were $625M. Long-term debt was $1.638B, with a further $111M current portion. The company drew $540M on its facility year to date and repaid $164M of notes in February. Debt covenants were met.
  • Lease and financing-obligation liabilities totaled $5.219B, including current and noncurrent amounts. Interest expense, net, increased to $89M in Q3 and $262M year to date, primarily reflecting revolving-credit borrowing and Sephora-related lease amendments.

Changes, outlook and management commentary

  • Q3 sales fell 5.2% and nine-month sales fell 4.5%. Gross margin improved year over year, helped by lower freight and digital shipping costs and simpler value strategies; higher product costs and, year to date, higher shrink partly offset the improvement.
  • Management updated full-year 2023 sales guidance to a decline of 2.8%–4%, including an approximately 1% contribution from the 53rd week. It maintained operating-margin guidance of approximately 4.0% and raised diluted EPS guidance to $2.30–$2.70, excluding nonrecurring charges. Capital expenditures are expected toward the lower end of $600M–$650M.
  • The company plans to maintain its $0.50 quarterly dividend, invest in Sephora and store refreshes, and retire $111M of notes due in December 2023. It does not plan share repurchases until its balance sheet strengthens toward a long-term leverage target of 2.5 times adjusted EBITDAR.
  • S&P and Moody’s downgraded Kohl’s ratings during 2023; all three cited agencies had negative outlooks at quarter end. The downgrades increased coupon rates on two note issues. Further downgrades could raise borrowing costs or impair access to debt markets.
  • Kohl’s said a proposed CFPB reduction in credit-card late fees could hurt credit revenue if enacted; it is pursuing mitigation initiatives with Capital One. Payment trends weakened and credit-loss rates increased, contributing to lower other revenue.
  • A putative securities class action is in an early stage. The company intends to seek dismissal and says it cannot estimate a reasonably possible loss range. Management said ordinary-course legal matters are not expected to materially affect the financial statements.
  • The company reported effective disclosure controls and no significant changes in internal control over financial reporting. It noted that retail results are seasonal and that economic conditions, wages, sourcing costs and other factors may affect performance.
