Cost of sales was $21.0 million, or 85.1% of revenue, in both periods. SG&A increased to $2.2 million from $2.0 million, primarily due to higher legal and tax consulting fees and lower bad-debt recoveries, partly offset by lower compensation costs. Interest income increased to $222,000 from $31,000 due to certificates of deposit.

At June 30, 2013, cash and cash equivalents were $16.0 million, short-term investments were $45.3 million, and total current assets were $89.4 million. Working capital was approximately $74.0 million. Total borrowings were approximately $62,000, consisting of capitalized lease obligations, and there were no outstanding letters of credit.

Material changes versus the prior comparable period

  • Houseware product sales declined 49.1% to $22.3 million, primarily because Wal-Mart discontinued purchases of two microwave oven products. Sales of those products were nil in the quarter versus approximately $12.1 million in the prior-year quarter.
  • Audio product sales increased 8.2% to $1.2 million, while licensing revenue increased 9.1% to $1.2 million.
  • Sales were highly concentrated: the two largest customers represented approximately 88.4% of gross product sales, compared with 94.7% in the prior-year quarter.
  • Accounts receivable increased to $14.1 million from $7.9 million at March 31, 2013, and inventory increased to $6.1 million from $3.5 million, contributing to negative operating cash flow.
  • Cash declined by $5.4 million during the quarter, primarily reflecting operating cash use. The company also held $45.3 million of certificates of deposit with maturities in August, September and December 2013.
  • SG&A rose to 8.9% of revenue from 4.4%, while cost of sales remained 85.1% of revenue.

Guidance, outlook, risks, contingencies and unusual items

Management did not provide quantitative revenue or earnings guidance. Management stated that existing cash and operating cash sources are expected to support operations for the next 12 months, but operating cash flow remains an important funding source.

  • The loss of Wal-Mart sales is expected to have a material adverse effect on fiscal 2014 results, and management cannot assure that replacement sales will offset the decline.
  • The company faces increasing pricing pressure, dependence on a limited number of customers, suppliers and third-party manufacturers, and exposure to consumer spending, competition, foreign operations and rising Chinese production costs.
  • The IRS is challenging the company’s treatment of overseas income for fiscal 2010 and fiscal 2011. For NOPA 1, the company estimates potential taxes, penalties and interest of approximately $13.3 million for fiscal 2010 through fiscal 2013, has appealed, and has recorded no liability because management believes the appeal is more likely than not to succeed.
  • For NOPA 2, the company recorded approximately $1.1 million for estimated taxes, penalties and interest for fiscal 2010 through fiscal 2013, while disputing the IRS calculation. The company believes similar adjustments could be asserted for later years.
  • The IRS is also challenging the tax treatment of the company’s March 2010 extraordinary dividend. The company may have contingent liability for taxes associated with certain shareholders if its position is unsuccessful and the controlling shareholder does not indemnify the company.
  • The Kayne litigation alleges that Emerson and others interfered with collection of an approximately $47 million judgment against Grande. The RICO claim was dismissed with prejudice; two claims remained subject to summary judgment proceedings, with trial scheduled for October 29, 2013. The company believes the claims lack merit, but cannot estimate potential liability.
  • Grande-related ownership and control remain unusual: reporting persons had shared voting and dispositive power over approximately 56.2% of Emerson’s outstanding common stock, while provisional liquidators have authority over Grande and may liquidate its holdings.
  • Management reported effective disclosure controls as of June 30, 2013 and no material changes in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether replacement products or customers offset the continuing loss of the two Wal-Mart microwave products.
  • The aging, collectability and concentration of accounts receivable, given the quarter-end increase and reliance on two major customers.
  • The liquidity impact of negative operating cash flow and the maturity dates and availability of the $45.3 million in certificates of deposit.
  • The status and ultimate exposure from the IRS NOPA 1 and NOPA 2 disputes, including potential taxes, penalties and interest for later fiscal years.
  • The outcome and potential financial impact of the Kayne litigation and the scheduled trial.
  • The status of Grande’s ownership, any share liquidation by provisional liquidators, and related effects on control or trading-price volatility.
  • The terms, renewal prospects and concentration of licensing revenue, particularly the Funai agreement, which was extended through March 31, 2015.
