Material changes and management commentary
- Higher sales supported profit growth, but gross margin declined 30 basis points in Q2 and 80 basis points for the first half. Management attributed this mainly to manufacturing hiring and training costs; first-half mix also included more distributor and strategic-account sales, which generally carry lower margins.
- Q2 S&A expense increased to $64.5 million from $58.3 million, reflecting investments in direct sales, distribution and marketing. First-half S&A as a percentage of sales improved to 30.9% from 31.6%, partly because the prior-year period included a $1.4 million restructuring charge.
- New products, including the T12 rider scrubber, contributed to demand. Nine products were launched in the first half, and management planned seven more in the second half. Products introduced since Q4 2012 represented 10% of Q2 equipment sales and 9% of first-half equipment sales.
- Price increases effective March 1 were typically 2%–4% by geography. Management expected them to add 1%–2% to full-year 2014 sales, with minimal gross-margin effect because they were intended to offset inflation. This is the filing’s specific outlook; it does not provide full-year earnings guidance.
Risks, contingencies and unusual items
- First-half effective tax rate was 32.6%, versus 28.6% in 2013; the prior-year comparison included a $0.6 million retroactive federal R&D tax credit and a restructuring-related tax benefit. No 2014 benefit for federal R&D credits was included because the credit had not been reenacted.
- Tax examinations were ongoing in certain state and foreign jurisdictions for 2007–2011, with settlement expected before year-end. Management said reserves were adequate. Unrecognized tax benefits were $3.9 million, plus approximately $0.6 million of accrued interest and penalties.
- Vehicle lease residual-value guarantees covered $9.8 million of aggregate guaranteed residual value; a $0.2 million estimated loss liability was recorded. A three-year software agreement signed in Q2 carried a $1.2 million commitment.
- Management identified risks including global economic and geopolitical uncertainty, competition, raw-material availability and costs, product liability or quality issues, business interruptions, currency movements, and the ability to develop products and retain personnel. It reported no material change in risk factors or market risk since year-end, no material pending legal proceedings beyond routine litigation, and effective disclosure controls.
- The company adopted new presentation guidance for unrecognized tax benefits without material impact. It was evaluating the new revenue-from-contracts accounting standard, effective for periods beginning after December 15, 2016; impact and transition method were not yet determined.
Important facts for investors to verify
- Whether sales momentum and planned product launches translate into sustained growth, particularly given EMEA’s Q2 organic sales decline attributed to order timing.
- Whether gross-margin pressure from production costs and sales mix eases, and whether pricing offsets inflation as management expected.
- Whether working-capital absorption—receivables rose $18.6 million and inventory $13.2 million in first-half cash-flow movements—continues to constrain operating cash generation.
- How buybacks and dividends affect cash balances and capital allocation, and whether debt covenants or credit availability change.
- Resolution of tax examinations and any resulting adjustment to the company’s tax expense or reserves.
