Euro Tech Holdings Company Limited (NASDAQ: CLWT) — FY2020 Form 20-F

Business context

Euro Tech distributes water-treatment, laboratory, testing and power-related equipment, and also conducts environmental engineering and manufacturing through subsidiaries. Operations are concentrated in Hong Kong and mainland China. The company is shifting toward engineering and manufacturing, including wastewater projects and ballast-water treatment systems. Revenue fell 23.2%, reflecting lower trading and manufacturing sales, fewer large-system sales and delayed engineering projects affected by COVID-19. Trading and manufacturing revenue was $9.476 million, down from $11.877 million; engineering revenue was $3.881 million, down from $5.522 million. Gross margin improved, partly because fewer lower-margin large-system sales and stronger engineering-contract margins changed the revenue mix.

Despite positive net income, the core business remained loss-making: operating loss widened to $1.701 million. Selling and administrative expense increased 10.7% to $5.374 million, including approximately $0.497 million of R&D expense (versus $0.035 million in 2019) and a $0.453 million redundancy provision related to scaling down manufacturing. The company reported $0.769 million attributable to shareholders, versus consolidated net income of $0.402 million, because losses attributable to non-controlling interests increased the parent-company result.

Operating cash flow was negative $2.035 million, compared with negative $0.266 million in 2019. Investing activities provided $2.043 million, including $1.835 million of proceeds from property, plant and equipment disposals. Financing activities used $1.503 million, including a $1.299 million special dividend. Cash, cash equivalents and restricted cash together declined to $5.191 million from $6.720 million; $1.672 million of the 2020 balance was restricted. Current assets were $10.448 million and current liabilities $5.533 million. The company had $0.361 million of bank borrowings, while its $0.897 million banking facilities were supported by a matching bank deposit and other covenants.

Material changes and unusual items

  • Revenue decreased by $4.042 million year over year, while operating loss increased by $1.261 million.
  • The company recorded a $1.429 million gain on disposal of property, plant and equipment; the related cash proceeds were $1.835 million. This materially supported reported earnings despite the operating loss.
  • Other income rose to $0.307 million, including approximately $0.147 million of Hong Kong salary subsidies and $0.101 million of foreign-exchange gain.
  • Equity-method income rose to $0.435 million, mainly from recovery of Blue Sky receivables for which provisions had been made in prior years.
  • Engineering backlog was $11.581 million at year-end, compared with $8.611 million in 2019; the filing says the entire amount was expected to be recognized within the next 12 months, but cautions that backlog can be cancelled or changed.

Outlook, risks and contingencies

Management provided no formal revenue or earnings guidance. It expected to spend up to an additional $100,000 on R&D in fiscal 2021. The company reported four port ballast-water solution sales contracts since October 2020 and is promoting port treatment systems in China and Southeast Asia, but stated that successful sales, revenue growth and a return to profitability are uncertain. Management also plans further cost reductions, including winding down Shanghai Environmental and scaling down Shanghai Euro Tech Limited.

Management said COVID-19 delayed projects, disrupted travel and hindered new sales; the duration and financial impact remained uncertain. Other significant risks include competition and declining distributor sales, dependence on key customers and suppliers, foreign-exchange exposure without adequate hedging, PRC currency and regulatory controls, customer collection risk, and uncertainty in Hong Kong and China. Three customers represented 23% of 2020 revenue; one supplier represented 30% of purchases. Receivables included $0.857 million aged 91 days or more. The filing also discloses a non-controlling-interest put option for Pact-Yixing, with no expiry date and a price formula linked to prior-year earnings.

The company reported no significant unresolved litigation or contingencies at year-end. Its auditor issued an unqualified opinion on the financial statements and identified revenue recognition on engineering contracts as a critical audit matter because estimates of project progress and variable consideration require significant judgment. Management concluded disclosure controls and internal control over financial reporting were effective as of December 31, 2020; the auditor did not express an opinion on internal control.

After year-end, the company issued two ordinary shares for every three shares held to shareholders of record on February 23, 2021. The board did not intend to declare cash dividends in the foreseeable future, although the filing separately reports the 2020 special dividend. A later proposed dividend disclosed in Blue Sky’s separate financial statements relates to Blue Sky, not necessarily Euro Tech.

Important facts for investors to verify

  • Reconcile consolidated net income of $0.402 million with the $0.769 million attributable to Euro Tech shareholders, and assess how much reported earnings depended on the property-disposal gain, subsidies and affiliate income.
  • Check conversion of the $11.581 million engineering backlog into billings and cash, project margins, completion timing and exposure to change orders or claims.
  • Review operating cash burn, the decline in unrestricted cash, restrictions on deposits, bank-facility covenants and the sustainability of liquidity without recurring asset-sale proceeds.
  • Assess collectability of overdue receivables, customer concentration, and the consequences of the Pact-Yixing put option.
  • Confirm share counts and per-share comparisons after the March 2021 bonus-share issuance; distinguish issued shares, treasury shares and shares outstanding.
  • Track the execution and costs of planned restructuring, the economics and customer uptake of ballast-water products, and the company’s ability to reduce operating losses.
