Filing and reporting period
The supplied filing is KWESST Micro Systems Inc.’s annual report on Form 20-F for the fiscal year ended September 30, 2023—not a quarterly filing. Although the request metadata names DEFSEC Technologies Inc. and 2023 Q4, the filing identifies KWESST Micro Systems Inc. and reports full-year results plus selected fourth-quarter information. Financial amounts below are Canadian dollars unless noted.
KWESST is an early-stage developer and marketer of tactical, digitization, counter-threat and non-lethal systems for military, public safety and personal defense markets. Its main offerings include PARA OPS and ARWEN non-lethal systems, tactical digitization products, Battlefield Laser Detection Systems (BLDS) and Phantom electronic decoys. Financial statements are prepared under IFRS and audited by KPMG.
Financial results and liquidity
| Metric | FY2023 | FY2022 |
|---|---|---|
| Revenue | $1.234 million | $0.722 million |
| Gross profit (loss) | $(0.191) million | $0.185 million |
| Gross margin | (15.5)% | 25.6% |
| Operating loss | $(12.105) million | $(10.091) million |
| Net loss | $(9.306) million | $(10.520) million |
| Operating cash flow | $(14.079) million | $(4.257) million |
| Cash at year-end | $5.407 million | $0.171 million |
Revenue rose 71%, driven mainly by digitization revenue, which increased to $0.820 million from $0.355 million; non-lethal revenue increased to $0.412 million from $0.331 million. Cost of sales exceeded revenue, producing a gross loss. Management attributed the deterioration primarily to onerous contracts and consultant fees that it said had been eliminated.
Operating expenses increased 16% to $11.914 million. General and administrative costs rose 47% to $7.245 million, including a $1.169 million impairment of the Phantom intangible asset and higher personnel, consulting, insurance, professional and compliance costs. Selling and marketing fell 8% to $3.024 million; R&D fell 20% to $1.645 million. Adjusted EBITDA loss, a non-IFRS measure, widened 48% to $10.779 million, while reported net loss improved 12%, largely because of a non-cash fair-value gain on warrant liabilities.
Investing cash outflow was $1.441 million; financing provided $20.756 million, mainly from equity offerings. The company raised gross proceeds of USD$14.1 million in its December 2022 U.S. IPO and Canadian offering, and USD$5.588 million in its July 2023 private placement. It repaid outstanding borrowings during FY2023. At year-end, borrowings were nil; lease obligations were $0.430 million and warrant liabilities were $4.336 million. Current assets were $6.842 million and current liabilities $6.384 million, giving reported working capital of $0.458 million; excluding warrant liabilities, management calculated working capital of $6.8 million. Contractual commitments included $2.350 million of minimum royalties and $0.559 million of undiscounted lease payments.
For Q4 FY2023, revenue was $0.605 million versus $0.255 million in Q4 FY2022. The filing’s detailed Q4 discussion reports net loss of $5.854 million versus $2.345 million. However, its quarterly-results table reports Q4 FY2023 net loss of $2.419 million, which also reconciles to the annual loss after the first three quarters. The filing does not resolve this discrepancy.
Outlook, commentary and material risks
- Management expected PARA OPS commercialization in the first half of FY2024, with higher-volume production targeted during FY2024 for initial devices. These plans depend on product readiness, manufacturing and distribution arrangements, customer acceptance and regulatory conditions; they are not assured.
- A Canadian Department of National Defence contract awarded to a joint venture was described as CAD$136 million over five years, with KWESST’s share up to 20% (about CAD$27.2 million). Work is task-based and depends on requested work, staffing, customer approvals and security clearances. After year-end, the company reported initial taskings and hiring activity.
- Management cited ongoing operating losses and negative operating cash flow. The auditor’s report highlights substantial doubt about the company’s ability to continue as a going concern. Continued operations depend on sales, timely product launches and access to further financing; there is no assurance that additional capital will be available on acceptable terms.
- In Q4, KWESST wrote off the Phantom intangible asset because management considered the investment required to commercialize it too high and the technology no longer viable for its operations.
- PARA OPS devices using pyrotechnic primers are treated by the company as regulated firearms in the United States; the .67-caliber device was self-classified as a destructive device. Development of a non-pyrotechnic alternative remains uncertain. The filing also identifies supplier and outsourced-manufacturing dependence, defense-budget and contract timing, export and firearms regulation, product liability, competition, inflation and foreign-exchange exposure as risks.
- The company reported material weaknesses in internal control over financial reporting, including an insufficiently staffed control environment, spreadsheet controls, IT general controls and documented management reviews. Management described remediation efforts, but controls were not effective at September 30, 2023. The auditor did not attest to ICFR effectiveness.
- After year-end, CEO Jeff MacLeod retired, Sean Homuth became President and CEO, and Kris Denis became interim CFO. The company also disclosed Ontario management cease-trade orders related to late annual filings, including orders affecting the company’s CEO and interim CFO.
Important facts for investors to verify
- Resolve the conflicting Q4 net-loss disclosures: $5.854 million in the detailed discussion versus $2.419 million in the quarterly-results table.
- Reconcile geographic revenue disclosures: the business overview table assigns $0.820 million to the United States and $0.415 million to Canada, while the audited revenue note reports $0.043 million from the United States, $0.743 million from Canada and $0.448 million from Europe.
- Assess cash runway against the $14.079 million FY2023 operating cash outflow, the timing of expected contract receipts, and the availability and dilution impact of further financing.
- Confirm the DND joint-venture work share, actual task orders, staffing and clearance status, and revenue recognized or expected; the headline contract value is not equivalent to guaranteed KWESST revenue.
- Track PARA OPS regulatory classification, commercial launch and production milestones, customer demand and the economics of minimum royalties; confirm whether internal-control remediation and timely filing have progressed.
- Review warrant and pre-funded warrant terms and potential dilution. The year-end warrant-liability remeasurement generated a material non-cash gain, while exercise proceeds are uncertain.
