Titan Machinery Inc. — Q1 FY2014 Form 10-Q

Reporting period: Three months ended April 30, 2013; comparative period is the three months ended April 30, 2012. Unaudited interim results. Titan operates agricultural and construction equipment dealerships in North America and Europe, selling, servicing, and renting equipment. Amounts below are in U.S. dollars; financial statement amounts are in millions unless stated otherwise.

Financial performance

  • Revenue: $441.7 million, up 4.7% from $421.7 million. Acquisitions added $41.4 million, partly offset by a $21.4 million decrease in same-store sales.
  • Gross profit and margins: Gross profit rose 5.0% to $73.9 million; gross margin was unchanged at 16.7%. Equipment margin declined to 9.2% from 9.4%, parts to 28.8% from 30.9%, and service to 64.5% from 65.2%. Rental and other margin improved to 35.3% from 22.5%.
  • Expenses and earnings: Operating expenses increased 25.7% to $68.9 million, or 15.6% of revenue versus 13.0%. Operating income fell to $5.0 million from $15.6 million. Higher interest expense contributed to a pretax loss of $1.0 million, compared with pretax income of $12.4 million. A $0.4 million income tax benefit resulted in a $0.4 million loss attributable to Titan, or a $0.02 loss per diluted share, versus $7.6 million income, or $0.36 per diluted share. Net loss including noncontrolling interest was $0.6 million.
  • Cash flow: Operating activities used $6.3 million, versus $24.9 million used in the prior-year quarter. Management’s non-GAAP operating cash flow measure, adjusted for floorplan financing activity, was positive $2.1 million versus positive $1.7 million. Investing activities used $9.6 million; financing activities provided $5.9 million. Cash declined $10.1 million to $114.3 million.

Financial position and liquidity

  • At April 30, 2013, total assets were $1.514 billion and stockholders’ equity was $399.7 million. Inventory was $1.001 billion, up from $929.2 million at January 31; management attributed the buildup partly to stocking for expected sales and lower-than-expected equipment sales.
  • Floorplan notes payable were $762.0 million, up from $689.4 million at January 31. Senior convertible notes had $150.0 million principal and a $126.4 million carrying value. Long-term debt, including current maturities, totaled approximately $68.6 million.
  • The company reported $204.7 million of available borrowings under floorplan lines, subject to borrowing-base adjustments and other arrangements. It had a $75 million working-capital line, with $12.0 million outstanding. Titan said cash, operating cash flow, and available credit were expected to meet liquidity needs for at least the next 12 months.
  • A one-percentage-point change in interest rates was estimated to change pretax earnings and cash flow by approximately $4.4 million over the next 12 months, holding other variables constant.

Changes, management commentary, and risks

  • Management cited abnormally delayed spring weather, cautious agriculture customer sentiment, and difficult construction-industry conditions as reasons same-store sales fell. Same-store sales declined 6.4% in Agriculture and 7.1% in Construction. The resulting delays affected planting and construction activity and related equipment, parts, and service demand.
  • Acquisitions and new store openings drove much of reported growth. Two construction dealerships were acquired during the quarter, in Tucson, Arizona, and Albuquerque, New Mexico. Management noted acquired construction stores were operating at higher expense ratios than its average construction store while revenue levels underperformed.
  • Agriculture pretax income fell to $8.0 million from $14.7 million; Construction’s pretax loss widened to $6.5 million from $0.4 million. International revenue rose to $27.7 million from $5.9 million, while its pretax loss was $0.5 million, which management attributed to seasonality.
  • The company identified International as a separate reportable segment this quarter. Quarter results may fluctuate with weather and are not necessarily indicative of full-year results. Forward-looking risks include adverse agriculture and construction market conditions, credit-market conditions, and foreign-exchange and interest-rate exposure. The filing provides no specific earnings or revenue guidance.
  • Two acquisitions were completed for total consideration of approximately $5.3 million; goodwill recognized was $0.1 million. The filing reports no material pending legal proceedings and says disclosure controls were effective.

Important facts for investors to verify

  • Whether delayed spring conditions and weaker same-store demand persisted or reversed after the quarter.
  • Whether inventory levels converted into sales and cash flow, and whether floorplan borrowing and interest costs remained manageable.
  • Whether acquired construction stores improved revenue and expense performance, and how acquisition-related costs affected margins.
  • How segment profitability, especially Construction and International seasonality, developed in subsequent periods.
  • Whether available credit, covenant compliance, and the company’s stated 12-month liquidity outlook remained adequate under changing interest rates and market conditions.
