Performance and changes versus prior period

  • Engine Products sales rose 2.1% to $353.9 million; segment earnings before tax increased to $45.4 million from $36.0 million. Aftermarket sales grew 6.7%, while On-Road sales fell 25.8%, reflecting slower U.S. Class 8 truck production.
  • Industrial Products sales rose 4.1% to $199.1 million; segment earnings before tax increased to $38.3 million from $24.0 million. Gas Turbine Systems sales grew 34.3%; other major product categories were approximately flat.
  • Gross and operating margins improved partly because the prior-year quarter included $7.5 million of restructuring charges, including $3.2 million in cost of sales and $4.3 million in operating expenses. The prior-year quarter also included $2.6 million of investigation-related costs in operating expenses.
  • Reported earnings benefited from a $6.8 million favorable settlement related to escrow claims from the Northern Technical acquisition, recorded in other income. The filing also cites improved fixed-cost absorption, savings from earlier restructuring and expense discipline.
  • Operating cash flow benefited from higher net earnings and a favorable year-over-year change in accounts payable. Cash increased by $19.0 million after investing, financing and foreign-exchange effects.

Outlook, risks and other notable items

  • The filing provides no specific earnings or sales guidance. Management said current financial resources and operating cash generation should be sufficient to finance operations for the next 12 months, while cautioning that future borrowing costs and availability could be affected by capital-market disruptions.
  • Management identified risks including global economic and industrial conditions, cyclical customer markets, competitive and pricing pressures, commodity availability and costs, currency fluctuations, regulatory and tax matters, information security, acquisition execution and potential goodwill or intangible-asset impairment.
  • Most cash and cash equivalents are held by foreign subsidiaries and are generally considered permanently reinvested; repatriation from certain subsidiaries could result in additional U.S. taxes.
  • Donaldson acquired Colombia-based Industrias Partmo on August 31, 2016, for approximately $12.1 million, including $10.9 million paid at closing and $1.2 million payable over three years subject to specified conditions. The preliminary purchase allocation included $4.9 million of intangible assets; the acquisition’s results were not material.
  • Warranty reserves were $15.4 million, up from $11.9 million at July 31, 2016, including increased costs related to pre-existing warranties. The company said warranty matters were not expected to materially affect results, liquidity or financial position.
  • The company guarantees half of certain debt of its 50%-owned AFSI joint venture, which had $25.8 million of outstanding debt. It also had $9.1 million of outstanding standby letters of credit, none drawn. Identified litigation liabilities were not material, according to the filing.

Important facts for investors to verify

  • How much of the earnings improvement is repeatable: the quarter included the $6.8 million settlement, while the prior-year comparison included restructuring and investigation costs.
  • Whether the On-Road decline and broader cyclical market conditions persist, and whether aftermarket and gas-turbine sales growth continues.
  • Cash conversion and working-capital trends, particularly the contribution from accounts payable and the increase in inventory.
  • Debt maturities, access to unused credit lines, and the potential tax cost or constraints associated with repatriating overseas cash.
  • Developments in warranty estimates, tax audits and unrecognized tax benefits, acquisition valuation, and the AFSI guarantee.
