Liquidity, debt, and capital

  • At January 31, cash and cash equivalents were $219.6 million and short-term investments were $66.5 million, for combined cash and short-term investments of $286.1 million. Cash alone was $232.0 million at July 31, 2010; the company says the decline primarily reflected moving excess cash into short-term investments.
  • Current assets were $958.4 million and current liabilities $417.9 million. Short-term borrowings were $29.3 million, current maturities of long-term debt $46.7 million, and long-term debt $212.0 million. Total reported borrowings across these categories were approximately $288.0 million, down from approximately $311.7 million at July 31, 2010.
  • Unused credit lines were approximately $510.9 million. The company reported compliance with debt covenants and stated resources were adequate for the next 12 months.
  • Six-month investing cash use was $86.9 million, including $66.5 million invested in short-term securities and $24.1 million of net property and equipment expenditures. Financing cash use was $27.7 million, including $19.5 million of dividends and $26.0 million of debt repayments, partly offset by financing inflows.
  • The company paid a $20.0 million discretionary contribution to U.S. pension plans during the half-year; it did not expect further U.S. pension contributions in FY2011 and estimated up to $2.0 million of additional non-U.S. contributions.

Material changes and management commentary

  • Management attributed growth to strengthening demand across many end markets and regions, higher volumes, improved fixed-cost absorption, and Continuous Improvement initiatives. Raw-material costs had risen slightly and were expected to increase further; the company planned to offset most of the impact through productivity initiatives and selective price increases.
  • Engine Products growth was led by off-road, aftermarket, and on-road products. Aerospace and Defense sales declined, primarily due to reduced U.S. military activity and government procurement. Industrial Products benefited from recovering demand for filtration equipment and replacement parts; gas turbine sales also benefited from oil and gas demand.
  • Restructuring actions were described as complete. Q2 FY2011 had no restructuring charges versus $5.1 million in Q2 FY2010; management estimated annual ongoing savings of $20.0 million. FY2011 first-half restructuring charges were $0.8 million, and the company did not expect additional charges for the remainder of the year.
  • The effective tax rate was 34.4% in Q2 and 30.2% for the half-year, versus 17.5% and 25.1%, respectively, in the comparable periods. A $4.0 million charge related to reorganizing subsidiary holdings was the primary driver; tax benefits, including reinstatement of the U.S. research credit, partly offset it.

Guidance and outlook

  • FY2011 sales: over $2.2 billion, or approximately 18%–20% growth; forecast based on exchange rates of €1.35 per U.S. dollar and 83 yen per U.S. dollar.
  • FY2011 operating margin: 13.0%–13.8%; tax rate: 28%–30%; diluted EPS: $2.57–$2.77.
  • Operating cash flow forecast: $240–$270 million; capital spending: $70–$80 million.
  • Management expected continued recovery, with stronger growth in emerging economies. It forecast Engine Products sales growth of 21%–26% and Industrial Products growth of 10%–15%, including currency effects. Risks to the segment outlook included weaker aerospace and defense spending and slower disk-drive filter demand.

Risks, contingencies, and unusual items

  • Aftermarket filter price-fixing and related class-action litigation remained pending in the U.S. and Canada, alongside related government inquiries. The company denied wrongdoing and said it would defend the claims; potential damages were unspecified.
  • California revoked verification of the company’s DMF diesel filter system. The product was not being sold while the company pursued regulatory approvals and service actions. California authorities had indicated they might seek fines; Donaldson denied unverified sales and did not expect a material financial impact from stopping sales.
  • A specific Retrofit Emissions Products warranty matter generated $1.5 million of first-half expense, net of supplier recoveries. The warranty reserve was $17.2 million at January 31, 2011, versus $10.3 million a year earlier.
  • The company reported $18.7 million of unrecognized tax benefits and $2.1 million of related accrued interest and penalties. Up to $3.6 million of unrecognized benefits could potentially reverse within 12 months, subject to audits and other uncertainties.
  • Donaldson guaranteed half of an unconsolidated joint venture’s $25.0 million debt, implying a $12.5 million guaranteed share. It also had $20.0 million of outstanding standby letters of credit, with no amounts drawn. The company reported no other off-balance-sheet arrangements apart from the joint-venture guarantee.
  • The sale of the Ultracool chiller business generated $3.6 million of proceeds and a $0.4 million gain. Q2 also included $1.8 million of professional fees related to the subsidiary reorganization.

Important facts for investors to verify

  • Whether the sales recovery and margin gains persist as raw-material costs rise, and whether planned productivity measures and price increases offset them.
  • Progress toward FY2011 sales, margin, EPS, cash-flow, and capital-spending guidance, including the assumptions behind currency rates and market recovery.
  • Developments and potential financial exposure from aftermarket-filter litigation, the DMF regulatory matter, warranty claims, and tax audits.
  • Debt maturities, covenant compliance, pension funding needs, and the availability of credit facilities.
  • The filing cautions that interim results are not necessarily indicative of future periods.
