Financial position, liquidity and cash flow

  • At June 28, 2019, cash and cash equivalents were $716.6m, with short- and long-term investments of $332.1m; combined cash and investments were about $1.05bn. Working capital was $1.06bn. The balance sheet reports no debt.
  • Year-to-date investing activities used $73.3m, including $79.7m of property and equipment purchases; financing activities used $322.6m, including $286.5m of share repurchases and $58.3m of dividends.
  • Cash, cash equivalents and restricted cash declined $201.2m from the fiscal-year start to $724.0m. Management said liquidity sources should meet anticipated cash requirements for at least the next 12 months.
  • Accounts receivable increased to $231.2m from $166.1m and contract assets to $182.9m from $166.0m. These balances include estimated royalty amounts, which are generally adjusted when licensee reports arrive.

Material changes and unusual items

  • Quarterly revenue rose 41% year over year, led by licensing revenue, up 48% to $271.9m. Products and services revenue declined 2% to $30.3m. Broadcast was 49% of quarterly licensing revenue; mobile was 17%.
  • Quarterly operating income improved from a prior-year loss, despite $30.2m in restructuring charges. Products-and-services gross margin fell to 13% from 28%, reflecting higher excess and obsolete inventory charges and lower service capacity utilization.
  • Q3 licensing included an approximately $7m favorable adjustment, primarily relating to January–March shipments and actual royalty statements. Management notes recoveries and estimate true-ups can fluctuate.
  • The company adopted ASC 606 using the full retrospective method. It moved estimated shipment-based royalties into the shipment quarter; the prior-year Q3 revenue was recast from $317.4m to $214.8m. Reported period comparisons and quarterly revenue timing are therefore affected by accounting changes, not only underlying business activity.
  • Restructuring charges included $27.5m for exiting a leased facility and $2.8m for a marketing reorganization affecting about 50 positions. Management expected the plans to be substantially complete by calendar year-end.
  • The quarterly effective tax rate was 5.2%; year-to-date it was 6.4%. Discrete R&D tax-credit benefits and Tax Act adjustments affected the periods. The prior-year YTD comparison included a large one-time tax expense under the Tax Act.

Outlook, risks and contingencies

  • No specific revenue or earnings guidance was provided. Management highlighted continued investment in audio and imaging technologies and expansion of Dolby Atmos, Dolby Vision, Dolby Cinema and Dolby Voice.
  • Key business risks include dependence on licensees choosing to incorporate Dolby technologies and reporting shipments accurately; competition and pricing pressure; changing consumer and technology standards; and reliance on content and device adoption. PC royalties face pressure from declining optical-disc functionality.
  • International markets generated 62% of year-to-date revenue. The filing cites foreign-exchange, trade and geopolitical risks, challenges enforcing IP rights in some markets, and possible royalty pressure. The company was cooperating with a Korean Fair Trade Commission information request.
  • Legal proceedings arise in the ordinary course; management did not expect known matters to materially harm results or financial condition, while noting outcomes are uncertain and potential losses may not be estimable.
  • Contractual commitments totaled $224.9m, including $110.9m for naming rights, $55.8m for operating leases and $50.7m of purchase obligations. Indemnification exposure was not estimable; no related amount was accrued.
  • After quarter-end, on August 1, 2019, the board authorized an additional $350m for the repurchase program, increasing reported future repurchase capacity to approximately $415m.

Most important facts for investors to verify

  • Whether shipment-based royalty estimates and the roughly $7m favorable Q3 true-up are confirmed by subsequent licensee reports, and how ASC 606 timing affects comparisons.
  • How much of licensing growth reflects durable customer and product adoption versus recoveries, contract timing and patent-pool activity.
  • Whether accounts receivable and contract assets convert to cash as expected, given lower year-to-date operating cash flow.
  • The recurring profitability and cash impact after the $30.2m restructuring charge and the unusual tax benefits.
  • Execution and funding of the expanded repurchase authorization, alongside dividends, capital expenditures and the company’s stated liquidity needs.
