Business context

Dolby develops and licenses audio technologies and sells products and services to the entertainment industry. Licensing remains the core business, representing 86% of revenue. Management highlighted opportunities in digital broadcasting, online and mobile distribution, and Dolby Atmos cinema audio, alongside the ongoing shift away from optical discs and film-based cinema.

Licensing growth reflected broadcast and mobile gains and higher implementation-licensee settlements, partly offset by lower CE and other-market revenue. Products and services were pressured by declines in film-based cinema activity. Products gross margin fell to 27% from 47%, chiefly due to lower selling prices and weaker margins on certain digital cinema products; services gross margin fell to 35% from 57%, partly because of Dolby Atmos theater installation labor costs. Licensing gross margin remained 98%.

Liquidity, cash flow and capital

  • At December 28, 2012, cash and cash equivalents were $316.2 million and short- and long-term investments totaled $427.0 million, for combined cash and investments of $743.2 million. Combined cash and investments were $1.157 billion at September 28, 2012.
  • Working capital was $474.1 million, compared with $813.4 million at fiscal year-end. Total liabilities were $206.2 million; the balance sheet lists no borrowings or debt.
  • Operating activities provided $67.0 million. Investing activities provided $222.5 million, largely reflecting investment-security sales and maturities. Financing activities used $465.9 million, including the special dividend and share repurchases.
  • The company paid a one-time $4.00-per-share special dividend of $408.2 million on December 27, 2012, funded with existing cash and investment-security sales. It repurchased 1.67 million shares for $54.0 million during the quarter; $144.3 million remained authorized.
  • Capital expenditures were $6.7 million. Management said cash, investments and expected operating cash flows should cover anticipated requirements for at least the next 12 months.

Material changes, outlook and risks

  • Research and development increased 29%, sales and marketing 33%, and general and administrative expense 22%. Management attributed the increases mainly to expanded personnel and development efforts, Atmos-related marketing and consulting, Dolby Theatre promotional and naming-rights costs, and higher professional fees.
  • Settlements from implementation licensees were reclassified from an offset to sales and marketing expense to licensing revenue. The prior-period presentation was conformed; the change did not affect operating income, operating cash flow, net income or EPS. Settlement revenue included $6.6 million in Q1 FY2013 versus $0.8 million in Q1 FY2012.
  • A special-dividend-related modification of certain stock awards produced a total estimated incremental compensation charge of approximately $19.8 million, recognized over award vesting periods; about $3.1 million of option-related expense was recognized in the quarter.
  • No specific full-year revenue or earnings guidance is provided in the filing. Management expects a growing proportion of licensing revenue to come from non-optical-disc sources, but notes that the transition to Windows 8 and growth in online and mobile markets are uncertain. The federal research credit was retroactively renewed; management expected an estimated $1.5 million discrete tax benefit in Q2 FY2013.
  • Key business risks include reliance on licensee product shipments and royalty reporting; Windows 8 adoption and direct OEM licensing; declining DVD/Blu-ray and film-based cinema markets; digital-cinema competition and pricing pressure; patent expirations; international and foreign-exchange exposure; and dependence on major customers. Microsoft represented about 12% of current-quarter revenue and Samsung about 11%.
  • Legal proceedings in the ordinary course were not expected by management to have a material adverse effect, though potential losses could not be quantified in some matters. Contractual commitments totaled $207.4 million, including $156.3 million for Dolby Theatre naming rights over the agreement term; payments depend in part on the Academy Awards being held and broadcast from the theatre.

Important facts for investors to verify

  • Whether licensing growth, particularly from broadcast, mobile and Windows 8, can offset declines in optical-disc and other mature markets.
  • Whether product margins recover after the sharp decline, and whether elevated operating expenses support sustainable growth.
  • The company’s post-dividend liquidity and cash generation, including the effect of further repurchases and investment maturities.
  • Customer concentration, licensee royalty-reporting accuracy, and the pace of Dolby technology adoption in digital cinema and online/mobile content.
  • The timing and possible cash impact of unrecognized tax benefits, legal matters, and long-term naming-rights commitments.
