Quanex Building Products Corporation — Q1 FY2011 Form 10-Q
Reporting period: Three months ended January 31, 2011; comparison is with the three months ended January 31, 2010. Amounts are in U.S. dollars. Quanex supplies engineered products for the window and door industry and aluminum sheet products for building, remodeling, and other markets. Its primary demand drivers are housing starts and residential remodeling.

- Sales increased 5.5%, but cost of sales rose 10.8% and SG&A rose 25.3%. Gross margin, calculated from reported sales and cost of sales, fell to about 12.6% from 16.7%; operating margin was about (4.8)% versus 1.2%.
- Engineered Products sales grew 15.4% to $84.0 million, while operating results declined to a $0.6 million loss from $4.1 million income.
- Aluminum Sheet Products sales fell 3.1% to $79.1 million; operating income declined to $0.6 million from $3.6 million. Shipped pounds fell 14.6%, partly offset by higher selling prices and improved spreads.
- Cash from continuing operations was positive but down $8.3 million year over year. Capital expenditures were $4.1 million; continuing-operations investing and financing cash flows were $(3.4) million and $(2.0) million, respectively.
Liquidity, debt, and capital resources
- At January 31, 2011, cash and equivalents were $182.5 million, total debt was $1.9 million, and working capital was $226.1 million. Cash declined $4.7 million from October 31, 2010.
- The $270 million revolving credit facility had no borrowings; availability was $190.3 million, limited by the leverage covenant, with $5.7 million of letters of credit outstanding. The company reported covenant compliance, a 0.14-to-1 leverage ratio against a maximum 3.25-to-1, and 140.07-to-1 interest coverage against a minimum 3.00-to-1.
- The company paid a $0.04-per-share dividend and repurchased 86,649 shares for $1.5 million during the quarter.
Changes, unusual items, and management commentary
- Management attributed sales growth partly to new customers and products and customer inventory build-ahead of the December 2010 expiration of an energy-efficient window tax credit. Orders were stronger than expected in November and December, then weaker in January.
- Operating results were affected by higher raw-material costs, lower aluminum shipments, and Engineered Products facility rationalization costs of $3.1 million. A further $2.1 million warranty expense was recorded for increased projected claims on a discontinued legacy product.
- Management said housing and remodeling markets would remain weak in 2011. FY2011 guidance was unchanged: operating income of about $35 million for Engineered Products and $25 million for Aluminum Sheet Products. Assumptions include no LIFO activity and $26 million of corporate expenses before transaction costs. Planned capital expenditures and depreciation and amortization were $30 million and $29 million, respectively.
- Quanex signed a $107 million all-cash agreement to acquire Edgetech, with closing expected on or before April 1, 2011 following regulatory approval. The company said it expected to fund the purchase with cash. In March 2011, it also completed a separate small asset acquisition for approximately $6.4 million.
- The company expects about $4 million of incremental FY2011 operating expenses and $3 million of capital expenditures for Engineered Products growth initiatives. ERP implementation was expected to involve $2.5 million of corporate expense and $9 million of capital expenditures in FY2011, within the broader guidance amounts.
Risks and contingencies
- Management cited weak housing demand, foreclosures, tight credit, unemployment, customer demand changes, raw-material and energy costs, and aluminum-price movements as risks. Lower future earnings could also reduce revolving-credit availability.
- Environmental reserves were $13.4 million, with a recorded $12.5 million expected recovery from indemnitors. The company noted that remediation costs and recovery timing remain uncertain; payments may continue through at least fiscal 2034.
- Warranty estimates are subject to uncertainty. The filing also identifies product replacement or retrofit claims as a risk and says the company does not insure against product replacement costs.
- Other risks include acquisition execution and costs, labor, regulatory matters, and litigation. Management said ordinary-course litigation was not expected to have a material adverse effect.
Important facts for investors to verify
- Whether post-tax-credit demand softness and customer inventory movements persist, and how they affect sales and volumes.
- Whether segment margins recover as rationalization costs subside and raw-material costs, aluminum spreads, and shipped pounds change.
- The development of legacy-product warranty claims and whether the $5.6 million total accrued warranty balance proves adequate.
- Edgetech acquisition closing, cash funding, transaction costs, and expected contribution; and progress against ERP and growth-investment plans.
- Actual credit-facility availability as earnings change, along with environmental remediation costs and indemnitor recoveries.
