Equipment sales were $414,523, or 79% of revenue, compared with $210,311, or 56%, in the prior-year quarter. Service revenue was $98,339, or 19% of revenue, compared with $158,801, or 42%, previously. Taiwan revenue increased to $426,500 from $171,554, while U.S. revenue declined to $99,321 from $203,309.

At March 31, 2015, cash and cash equivalents were $1,573,958, restricted cash was $888,385, and accounts receivable were $573,715. Total current assets were $4.2 million versus current liabilities of $3.6 million. Cash increased primarily because of the Series B preferred stock financing.

Short-term debt was $1,113,768, current long-term debt was $14,151, and the derivative liability was $75,077. Long-term dividends payable were $367,986. Total assets were $4,955,301 and stockholders’ equity was $994,581, compared with a deficit of $756,392 at December 31, 2014.

Financing activities provided $2,775,184 of cash, including $2,818,981 of net proceeds from Series B preferred stock, partially offset by payments to related parties and long-term debt. Investing activities used $2,872. The company had an accumulated deficit of approximately $28.3 million.

Material Changes Versus the Prior Comparable Period

  • Revenue rose 40%, driven primarily by higher Taiwan-based revenue and equipment sales.
  • Operating expenses declined by approximately $511,791 following reductions in personnel, project-based sales and marketing, consulting, and research and development expenses.
  • Gross margin decreased from 43% to 32%, primarily because the prior-year Taiwan segment included a recoupment of a previously recognized loss.
  • Operating and net losses narrowed substantially, but the company remained unprofitable.
  • Operating cash usage improved by approximately $224,369 but remained significant at $1.3 million.
  • Cash increased by approximately $1.5 million, primarily from the Series B preferred stock financing.
  • Warrants outstanding increased to 7,946,212 from 3,749,550 at December 31, 2014, and options outstanding increased to 6,106,394 from 5,953,227.

Guidance, Outlook, Risks, and Unusual Items

Management is pursuing a licensing-focused model for Sentir and expects the PLDT camera order, the Vietnam Posts and Telecommunications Group framework agreement, and other service-provider relationships to support future camera sales and recurring licensing revenue. The filing does not provide formal numerical revenue or earnings guidance.

The financial statements include a going-concern uncertainty. The company reported significant historical operating losses, used approximately $1.3 million in cash for operations during the quarter, and stated that it has not established a stable revenue base sufficient to cover operating costs. Continued operations depend on increasing revenue and/or obtaining additional financing.

As of March 31, 2015, the company had raised approximately $3.1 million through Series B preferred stock. Series B shares accrue dividends at 9.5% annually, have liquidation preference, and are convertible at an initial conversion price of $0.75 per common share, subject to adjustments. Additional financing could dilute existing common stockholders or introduce securities senior to common stock.

Customer and receivable concentrations are material. One U.S. customer represented approximately 37% of total revenue, and one Taiwan customer represented approximately 76% of total revenue. Taiwan accounts receivable included 62% of gross receivables aged over 180 days. Taiwan bad debt allowances were $347,931 in the quarter.

The company identified a material weakness related to the need for additional MEGAsys personnel knowledgeable in SEC accounting and reporting. Management planned to address the staffing deficiency during 2015. Management also noted that limited resources may prevent complete segregation of duties.

Other notable items include a $36,932 gain on derivatives, $62,000 of stock-option compensation expense, and $7,327 of warrants issued for interest. The filing states that no material legal proceedings or additional subsequent events required disclosure.

Investor Verification Checklist

  • Verify the timing, fulfillment, margins, and collectability associated with the 10,000-camera PLDT order and related Sentir activations.
  • Assess whether recurring licensing revenue is replacing the reduced U.S. project-based revenue at a sufficient scale.
  • Review the going-concern disclosure, quarterly operating cash burn, and the company’s ability to secure additional financing.
  • Evaluate the seniority, dividend obligations, conversion terms, and dilution potential of Series A and Series B preferred stock.
  • Reconcile short-term debt maturities in June through August 2015 with available cash and expected operating receipts.
  • Investigate Taiwan receivable aging, customer concentration, and the adequacy of allowances for doubtful accounts.
  • Monitor remediation of the MEGAsys SEC reporting material weakness and the effectiveness of related internal controls.
  • Consider dilution from 6.1 million outstanding options, 7.9 million outstanding warrants, and convertible preferred stock.
