The $40.0 million term loan bears a variable rate, was due October 2021, and had quarterly principal payments scheduled to begin July 2019. Total current assets were $552.3 million and current liabilities were $271.6 million.

Material changes versus the prior comparable period

  • Revenue rose 5.8%; products sold increased 4.0% to 2.385 million. Management attributed growth mainly to Sonos Beam, Sub and the early-access launch of Sonos Amp. Constant-currency revenue growth was 7.6%.
  • Americas revenue grew 11.6% to $258.7 million; EMEA was nearly flat at $216.1 million; APAC declined 1.7% to $21.6 million. Home theater revenue increased to $210.2 million from $148.4 million, while wireless speaker revenue fell to $225.9 million from $273.4 million.
  • Gross margin fell 2.5 percentage points, primarily from lower launch margins for Beam and lower retail prices on Play:1 and Play:3.
  • Operating expenses declined 15.5%, led by a 30.0% reduction in sales and marketing expense. Management cited lower advertising costs following a shift away from traditional paid media toward direct-to-consumer and digital marketing. Research and development expense increased 10.6% as headcount, particularly software personnel, grew.
  • Other expense was $4.0 million versus other income of $0.6 million, primarily due to foreign-currency exchange losses. The income tax provision increased to $2.5 million from less than $0.1 million.
  • Operating cash flow increased to $92.1 million. Seasonal inventory reduction supported cash generation, partly offset by higher accounts receivable and lower accounts payable and accrued compensation.

Outlook, commentary, risks and contingencies

  • Sonos provided no specific financial guidance in the supplied filing text. Management said existing cash, operating cash flow and committed credit lines should cover working-capital and capital-expenditure needs for the next 12 months.
  • Management expects new product introductions to pressure gross margin in the near to intermediate term. It also cited an industry-wide shortage of certain electrical components, including multilayer ceramic capacitors, with potential margin effects through calendar year 2019.
  • Key business risks include seasonal dependence on holiday-quarter sales; intense competition, including from technology and distribution partners; reliance on a key contract manufacturer and limited component suppliers; foreign-exchange exposure; and possible tariffs or supply-chain disruption.
  • A hypothetical 10% adverse currency move on transactions denominated in currencies other than the relevant functional currencies would have reduced pretax income by approximately $5.9 million for the quarter. The company recorded a $4.0 million foreign-currency loss.
  • Sonos disclosed material weaknesses in internal control over financial reporting. Management concluded disclosure controls and procedures were not effective as of December 29, 2018, and said remediation efforts were ongoing.
  • Sonos had $45.9 million of non-cancelable inventory purchase commitments for the remainder of fiscal 2019. In an unresolved patent case brought by Implicit, the company denied infringement; any loss was not considered probable or reasonably estimable. The Denon patent dispute had been settled under an agreement providing royalty payments.
  • The company completed its accounting for the Tax Act during the quarter and determined no further adjustment was required. It noted potential exposure to the U.S. base erosion and anti-abuse tax, depending on results and IRS guidance.

Important facts for investors to verify

  • Whether revenue growth and product volumes remain supported by newer home theater products, and whether wireless speaker declines persist.
  • Whether gross margin stabilizes despite product-launch mix, component shortages, pricing and currency movements.
  • Whether lower marketing spending can sustain demand and growth, and whether the digital and direct-sales shift delivers expected results.
  • Progress in remediating the disclosed material weaknesses and the outcome of future internal-control testing.
  • Cash generation, seasonal working-capital swings, term-loan repayments beginning July 2019, and compliance with debt covenants.
  • Developments in component supply, manufacturing diversification, tariff exposure and the Implicit patent litigation.
