Turtle Beach Corp annual report, FY2022

Turtle Beach Corporation (Nasdaq: HEAR) — FY2022 Form 10-K

Reporting period: Fiscal year ended December 31, 2022. The filing also presents unaudited quarterly results; FY2022 fourth quarter ended December 31. Amounts below are in U.S. dollars.

Business context

Turtle Beach sells gaming headsets and accessories under Turtle Beach and ROCCAT brands, and has expanded into controllers, simulation products and microphones. It reported one operating segment. Management described Turtle Beach as the leading console gaming headset provider; nearly 25% of 2022 revenue came from categories outside console gaming headsets. The business is seasonal, with historically more than 45% of revenue generated from September through December.

Financial results and liquidity

Revenue declined 34.4% year over year. Management attributed the downturn to weaker consumer demand, retailer inventory reductions, increased promotions and competitive discounting, a strong U.S. dollar, and elevated logistics and supply-chain costs. Gross margin fell 14.5 percentage points, reflecting $9.8 million of excess component and product inventory reserves, higher freight and warehouse costs, promotions, and lower-volume fixed-cost deleveraging. Operating expenses decreased 6.7% to $100.7 million, including lower selling and marketing expense.

FY2022 includes an $18.4 million increase in the deferred-tax valuation allowance. Management also cited $16.2 million of after-tax non-recurring costs; adjusted EBITDA reconciliation includes inventory/component reserves of $9.8 million, impairment charges of $1.9 million, restructuring expense of $0.6 million, and proxy-contest and other costs of $8.5 million.

At year-end, cash was $11.4 million, inventories $71.3 million and current assets $135.2 million, versus current liabilities of $64.3 million. The balance sheet showed $19.1 million outstanding on the revolving credit facility, compared with no balance a year earlier. The company reported $36.8 million of excess borrowing availability and compliance with financial covenants at December 31, 2022. The asset-based facility is secured by substantially all assets; its availability depends on eligible collateral. Operating cash use and lower cash balances are important liquidity considerations.

FY2022 quarterly revenue was $46.7 million, $41.3 million, $51.3 million and $100.9 million, respectively. Net losses were $6.5 million, $17.8 million, $12.0 million and $23.2 million. The filing’s quarterly data is unaudited.

Material changes and outlook

  • FY2021 revenue had increased 1.7% from FY2020; FY2022 reversed that growth, with revenue falling 34.4%.
  • Cash and cash equivalents declined from $37.7 million to $11.4 million. Operating cash outflow rose to $41.8 million, while inventory fell to $71.3 million from $101.9 million.
  • Management said it expects growth and a return to positive EBITDA in 2023 as gaming and macroeconomic conditions improve. This is a forward-looking expectation, not a guarantee; the filing provides no specific 2023 revenue or EBITDA target.
  • The company expanded controller and simulation offerings and plans further product launches and geographic expansion. It also decided to increasingly use the Turtle Beach brand for PC products and to transition microphone products away from the Neat brand, recording related intangible-asset impairments.

Risks, contingencies and unusual matters

  • Controls: Management concluded disclosure controls and internal control over financial reporting were ineffective at year-end because of a material weakness in the design and implementation of income-tax provision controls and management review. BDO issued an adverse opinion on internal control over financial reporting, while issuing an unqualified opinion on the financial statements. Management said no material financial-statement misstatement resulted and described remediation planned for 2023.
  • Demand and operations: Key risks include discretionary-spending pressure, inflation, pricing and promotional competition, supply-chain and freight costs, inventory forecasting, console/platform and game-title dependence, and seasonality.
  • Concentration: The five largest customers represented approximately 67% of gross sales in 2022; the four largest named customers each represented 10%–23% of gross sales. The company has no long-term purchase commitments from these major customers.
  • Debt and liquidity: The revolving facility is variable-rate and borrowing-base dependent. In March 2023, after year-end, the company amended it, extended maturity to April 1, 2025, changed reference-rate provisions and removed the FILO facility. Facility covenants restrict, among other things, additional debt, dividends and stock repurchases.
  • Tax and impairment: The valuation allowance, uncertain tax positions and asset valuations involve significant estimates. The company reported $3.0 million of gross unrecognized tax benefits at year-end. It recorded $1.9 million of intangible-asset impairment, but no goodwill impairment.
  • Legal matters: A U.K. trademark dispute was settled in November 2022, and a consumer text-message class action was dismissed with prejudice in January 2023. A shareholder opt-out case and employment litigation had appeals pending. No accrual was recorded for contingent losses because management considered losses possible but not probable; it said a possible loss range could not be reasonably estimated.
  • Other: Foreign-exchange movements contributed to non-operating expense. The board adopted a limited-duration shareholder rights plan in March 2023; the filing also reports an extension of the stock-repurchase plan. No shares were repurchased in Q4 2022.

Important facts for investors to verify

  • Whether revenue, gross margin and demand recover, and whether the forecast return to positive EBITDA in 2023 is achieved.
  • Cash generation, cash balances, borrowing-base availability, interest expense and ongoing compliance with credit-facility covenants.
  • How inventory reserves, customer credits, returns and retailer channel inventories evolve; year-end accrued allowances included $29.5 million for cash-based incentives and $7.8 million for sales returns.
  • Progress and independent validation of remediation of the income-tax control material weakness.
  • Customer concentration and exposure to price concessions, promotional activity and major gaming platforms.
  • Developments in pending appeals or other litigation, and any resulting financial exposure.
