Revenue growth came principally from the Business lines, up 15.8% to $140.7 million, driven by demand and market-share gains with North American subscription broadcasters amid customer transitions to higher-end platforms. Consumer-line sales declined 10.7% to $10.0 million, mainly due to weaker Latin American sales. Comcast represented 26.3% of sales, versus 11.7% a year earlier; DIRECTV represented 11.2%.

Gross margin declined as royalty revenue associated with TV and mobile-device markets fell and sales mix shifted toward large customers with below-average margins. A weaker Chinese yuan partly offset these pressures. Operating expenses rose to $34.6 million from $31.3 million, including $1.4 million of severance costs and higher development and payroll costs.

Cash, debt and liquidity

  • At March 31, cash and cash equivalents were $56.1 million, including $4.6 million of restricted cash pledged as collateral for a court award. Working capital was $104.5 million.
  • Line-of-credit borrowings were $58.0 million, up from $50.0 million at December 31, 2015. The $85.0 million facility had $27.0 million available; its stated interest rate was 1.69%. The company reported compliance with its covenants.
  • Operating cash flow was $3.1 million; investing cash outflow was $8.0 million, including $7.5 million for property, plant and equipment; financing cash inflow was $8.9 million, primarily reflecting net credit-line borrowing.
  • Management expects 2016 property, plant and equipment purchases of $22–$26 million, including investment in manufacturing automation and a new ERP system.

Outlook, commentary and material risks

  • No earnings or revenue forecast was provided. Management’s stated 2016 priorities include expanding advanced remote-control and home-automation offerings, growing international broadcaster markets, increasing customer share and pursuing complementary acquisitions or partnerships.
  • The company is shifting some manufacturing from its higher-cost Guangzhou factory to lower-cost factories in China. It incurred $1.4 million in severance in Q1 and expects approximately $8 million of additional severance over the next 12–18 months.
  • The 2015 URC court award of $4.6 million in attorneys’ fees and costs remains accrued and secured by restricted cash; appeals are pending. Separately, patent litigation involving URC and a European patent dispute involving Ruwido remain ongoing. The company says it cannot estimate potential losses in litigation generally.
  • Foreign-exchange exposure is significant. Management estimated that a 10% movement in specified currencies relative to the U.S. dollar could change Q2 2016 net income by approximately $9.9 million. A 100-basis-point increase in interest rates was estimated to affect annual net income by about $0.4 million at the quarter-end debt balance.
  • Comcast received warrants for up to 725,000 shares at $54.55, subject to purchase-volume milestones over six years. None had vested at quarter-end; $0.9 million was recorded as a reduction of Q1 sales, with $20.8 million of estimated unrecognized fair value remaining.
  • Ecolink, acquired in 2015, contributed $1.0 million of Q1 sales and a $0.5 million net loss. Additional earnout consideration is uncapped and depends on operating-income targets.
  • Cash is predominantly held outside the United States; repatriation may incur U.S. taxes and some balances are subject to local restrictions. The company believes cash, operating cash flow and borrowing capacity will cover expected needs for the next 12 months.

Most important facts for investors to verify

  • Whether broadcaster-driven sales growth can continue and whether customer concentration—especially Comcast’s 26.3% share of Q1 sales—remains elevated.
  • Whether gross margins recover despite lower royalty revenue and customer/product mix, and how the manufacturing transition affects costs and the expected severance expense.
  • Capital-spending execution and funding needs, including the $22–$26 million 2016 investment plan, credit-line usage and covenant headroom.
  • Developments in the URC and Ruwido litigation, and any change in the related liabilities or restricted cash requirement.
  • How Comcast warrant vesting estimates, Ecolink earnouts and foreign-exchange movements affect reported sales, earnings and potential dilution.
